---
Asset-backed securities (ABS) are financial instruments created by pooling loans or other income-generating assets and issuing tradeable securities backed by the cash flows those assets produce. When a bank originates auto loans, credit card receivables, or student loans, it can package those assets into a special purpose vehicle (SPV), which then issues bonds to investors, those bonds are the ABS. Investors receive principal and interest payments from the underlying pool of loans; the original lender gets cash to originate more loans. ABS transformed consumer lending by connecting Main Street borrowers to Wall Street [capital markets](/blog/capital-markets-def), dramatically increasing the availability of credit. Understanding ABS is essential for fixed income investors, credit analysts, and anyone seeking to understand how consumer credit is financed.

*How loans move from originator to investors through a Special Purpose Vehicle.*

1. **Origination**: A bank, finance company, or other lender originates loans (auto loans, credit cards, student loans, equipment leases, mortgages)
2. **Pooling**: A large portfolio of similar loans is assembled, "true sale" to an SPV (Special Purpose Vehicle) that is legally separate from the originator's bankruptcy
3. **Tranching**: The SPV issues multiple classes (tranches) of securities with different risk/return profiles to investors
4. **Credit enhancement**: Overcollateralisation, reserve accounts, or guarantees protect senior tranches from losses in the underlying pool
5. **Servicing**: The original lender (or a third-party servicer) continues to collect payments from borrowers and remits them to the SPV

**Cash flow waterfall**: Payments from borrowers flow into the SPV, then out to investors in priority order, senior tranches (AAA) are paid first, then mezzanine, then subordinate (equity) tranches absorb first losses.

## Types of Assets in ABS

| ABS Type | Underlying Asset | Key Risk |
|---|---|---|
| Auto loan ABS | Retail auto loans/leases | Default rates; used car values |
| Credit card ABS | Credit card receivables | Consumer default; revolving nature |
| Student loan ABS | Private student loans | Default; prepayment; income-based repayment |
| Equipment ABS | Equipment leases/loans | Default; residual equipment values |
| Mortgage-backed securities (MBS) | Residential mortgages | Prepayment risk; default |
| Commercial MBS (CMBS) | Commercial mortgages | Property value; tenant concentration |
| CLO (Collateralised Loan Obligation) | Leveraged corporate loans | Corporate default; recovery rates |
| Consumer loan ABS | Personal loans, buy-now-pay-later | Default; unsecured nature |

## ABS Tranching and Credit Ratings

A typical ABS is divided into tranches with different priorities:

*Senior tranches receive payment first; equity tranche absorbs first losses.*

| Tranche | Credit Rating | Yield | Protection |
|---|---|---|---|
| Class A (Senior) | AAA | Lowest | First priority; protected by all junior tranches |
| Class B (Mezzanine) | A–AA | Moderate | Second priority |
| Class C (Subordinate) | BBB | Higher | Absorbs losses after Class A |
| Class D (Junior) | BB or below | Highest | High first-loss exposure |
| Equity/Residual | Unrated | Residual | Absorbs all first losses; gets residual cash flow |

**Credit enhancement** creates the AAA rating on the senior tranche by ensuring losses must exceed a certain percentage before the AAA tranche is impacted. For example, if the senior tranche is protected by 20% subordination, default losses on the pool must exceed 20% before Class A investors take a loss.

## ABS vs. MBS vs. CLOs

All three are securitisation products but differ in underlying assets:

- **ABS**: Typically refers to consumer asset pools (auto, credit card, student loans, equipment), shorter term, amortising
- **MBS**: Specifically backed by residential mortgages, agency (Fannie/Freddie guaranteed) or private-label; significant prepayment risk
- **CLO**: Backed by leveraged loans (corporate loans below investment grade), managed portfolio, active reinvestment period

## How the 2008 Crisis Changed ABS

The 2008 financial crisis exposed severe failures in the securitisation market:
- **Rating agency failures**: Models underestimated correlation between mortgage defaults (the same economic forces hitting all borrowers simultaneously)
- **Originate-to-distribute moral hazard**: Lenders who immediately sold loans into ABS had weak incentives to underwrite carefully
- **Complexity opacity**: Investors in CDO-squared structures could not analyse the underlying risk

Post-crisis reforms:
- **Risk retention rules** (Dodd-Frank): Originators must retain 5% of securities they create ("skin in the game")
- **Enhanced disclosure**: Loan-level data must be disclosed for registered ABS offerings
- **Stress testing**: Credit rating agencies now required to model stressed scenarios

## Conclusion

Asset-backed securities are the infrastructure of modern consumer credit, packaging auto loans, credit card debt, student loans, and mortgages into tradeable instruments that connect global capital to individual borrowers. The tranching mechanism allocates risk across investor risk appetites, from risk-averse AAA buyers to equity tranche holders seeking high returns with high risk. For fixed income investors, ABS offers diversification and yield above comparable Treasuries; for issuers, it frees capital to originate more loans.
