---
Capital markets are financial markets where long-term financial instruments, stocks, bonds, and other securities with maturities greater than one year, are issued and traded. They are the mechanism by which companies, governments, and other institutions raise the capital needed for investment, expansion, and operations, while simultaneously providing investors with opportunities to deploy savings and generate returns. The efficient functioning of capital markets is foundational to economic growth: they channel money from those with excess savings to those with productive uses for it, setting prices that reflect collective information about risk and return.

## What Are Capital Markets?

Capital markets encompass two primary functions:

*Money raised in the primary market goes to the issuer; secondary market trades flow between investors only.*

**Primary markets**: Where new securities are issued for the first time. A company going public through an IPO sells new shares to investors in the primary market, the company receives the proceeds, which become capital for operations. A government issuing Treasury bonds sells them in a primary market auction.

**Secondary markets**: Where existing securities are traded among investors after the initial issuance. The NYSE, NASDAQ, and bond trading desks are secondary markets. The company receives no proceeds from secondary market trading, the money flows between investors.

This distinction matters: **primary markets raise capital for issuers; secondary markets provide liquidity for investors**. Both are essential, without secondary markets, investors would be reluctant to participate in primary markets because they'd have no way to exit their positions.

## Types of Capital Markets

**Equity capital markets (ECM)**: Markets for ownership stakes in companies, common stock, preferred stock, and equity-linked instruments like convertible bonds. Key venues: NYSE, NASDAQ, London Stock Exchange, Tokyo Stock Exchange, Hong Kong Exchange.

*Capital markets divide into four main segments by instrument type.*

**Debt capital markets (DCM)**: Markets for debt instruments, government bonds, corporate bonds, asset-backed securities, municipal bonds. Unlike equity markets (which have centralised exchanges), most bond trading is over-the-counter (OTC), between dealers and institutional investors directly.

**Derivatives markets**: Markets for instruments deriving value from underlying securities, options, futures, swaps, forwards. These are used for hedging, speculation, and arbitrage. They coexist with equity and debt markets.

**Foreign exchange markets**: Technically separate from traditional capital markets, FX markets handle currency exchange and are deeply interconnected with capital flows.

## Capital Markets vs. Money Markets

| Feature | Capital Markets | Money Markets |
|---|---|---|
| Instrument maturity | Long-term (>1 year) | Short-term (≤1 year) |
| Examples | Stocks, bonds, mortgages | T-bills, commercial paper, repo |
| Liquidity | Varies (stocks high, some bonds lower) | Very high |
| Risk | Higher | Lower |
| Participants | Companies, governments, institutions, retail | Banks, money market funds, corporations |
| Purpose | Long-term financing | Short-term liquidity management |

*Capital markets carry higher risk and lower liquidity than money markets in exchange for longer-term return potential.*

The [Federal Reserve](https://www.federalreserve.gov/)'s monetary policy operates primarily in money markets (through the federal funds rate), but its effects transmit to capital markets through their impact on long-term interest rates and risk appetite.

## Primary Market Mechanics

**IPO (Initial Public Offering)**: A company hires investment banks as underwriters, prepares a registration statement (S-1) filed with the SEC, conducts a roadshow to institutional investors, prices the offering, and allocates shares. The company receives gross proceeds minus [underwriting](/blog/what-is-underwriting) fees (typically 4–7%).

**Follow-on offering (FPO)**: A publicly traded company sells additional shares, diluting existing shareholders but raising new capital.

**Bond issuance**: A company or government selects underwriters, files (if required), roadshows to institutional buyers, builds a book of orders, prices the bond (coupon rate), and settles. Investment-grade bond issuance fees are typically 0.2–0.5% of proceeds; high-yield bond fees are 2–4%.

**Rule 144A private placement**: Large institutional buyers (QIBs) purchase securities in a private offering without full SEC registration, faster and cheaper than a public offering.

## Capital Markets Participants

**Issuers**: Corporations, governments, municipalities, and financial institutions that raise capital by selling securities.

**Investors**: Institutional investors (pension funds, insurance companies, mutual funds, hedge funds, sovereign wealth funds) and retail investors who purchase securities.

**Investment banks**: Underwriters, advisors, market makers, and intermediaries who facilitate primary issuance and secondary trading. The "bulge bracket" banks (Goldman Sachs, JPMorgan, Morgan Stanley, Bank of America, Citigroup, Barclays, Deutsche Bank) dominate capital markets activity globally.

**Exchanges and trading venues**: Provide the infrastructure for price discovery and trade execution in secondary markets.

**Regulators**: SEC (US [equities](/blog/what-is-equities) and bonds), [FINRA](https://www.finra.org/) (broker-dealers), [CFTC](https://www.cftc.gov/) (derivatives), FCA (UK), ESMA (EU), ensuring market integrity, disclosure standards, and investor protection.

## Why Capital Markets Efficiency Matters

In an efficient capital market, security prices reflect all available information, meaning capital flows to its most productive use and investors are fairly compensated for risk. The **Efficient Market Hypothesis (EMH)** formalises this concept in three forms: weak (prices reflect past prices), semi-strong (prices reflect all public information), and strong (prices reflect all public and private information).

Market efficiency has practical implications: most active managers fail to consistently outperform the market after fees because prices already incorporate publicly available information. This is the empirical basis for passive index investing.

## Conclusion

Capital markets are the financial system's allocation mechanism, connecting savers who have surplus capital with borrowers and businesses that can deploy it productively. Primary markets raise capital; secondary markets provide liquidity. The interplay between equity and debt capital markets, the institutions that intermediate them, and the regulatory frameworks that govern them forms the backbone of modern economic finance. Understanding capital markets structure helps investors appreciate why prices are set the way they are, how companies access financing, and how money flows through the economy.
