---
A cash account and a margin account are the two fundamental brokerage account types available to investors — and the difference between them determines whether you can borrow to invest, short sell, trade options, and how quickly your trades must settle. In a cash account, you can only invest money you actually have; in a margin account, the broker extends you credit to buy additional securities. The flexibility of a margin account comes with interest charges, mandatory minimum equity requirements, and the risk of margin calls that can force you to sell at the worst possible time. For most long-term investors, a cash account is safer; for traders, professionals, and options traders, a margin account is often necessary.

## Cash Account: The Basics

In a cash account, all purchases must be paid for in full with settled funds. You cannot borrow from the broker, and short selling (selling shares you don't own) is not permitted.

**Settlement rules**: In the US, stock trades settle T+1 (one business day after the trade date as of May 2024, when the SEC shortened settlement from T+2). Funds from selling a security must settle before you can use the proceeds to buy another security.

**Violation risk**: If you buy and then sell a security before the purchase funds have settled, you have committed a **good faith violation** (if using unsettled sale proceeds from another position) or a **freeriding violation** (if buying without funds and then selling the same position to cover the purchase). Three good faith violations in a 12-month period can restrict your account to requiring settled funds for 90 days.

**Advantages of cash accounts**:
- No interest charges
- No margin calls or forced liquidations
- Simple — no complex regulations to track
- Eligible for Roth IRA and most retirement accounts (retirement accounts cannot use margin)

## Margin Account: The Basics

A margin account allows you to borrow from the broker to purchase securities, using existing holdings as collateral. The broker charges interest on the borrowed amount.

*How a margin call unfolds when equity falls below the maintenance requirement.*

**Regulation T (Reg T)**: The [Federal Reserve](https://www.federalreserve.gov/)'s Regulation T sets the initial margin requirement at 50% for most securities — you can borrow up to 50% of a security's purchase price. To buy $10,000 of stock, you need at least $5,000 of your own money.

**Maintenance margin**: [FINRA](https://www.finra.org/) requires a minimum maintenance margin of 25% equity in your margin account at all times. Most brokers set higher requirements (30–35%). If your equity falls below the maintenance requirement, you receive a **margin call**.

**Margin call**: The broker demands you deposit additional funds or securities (or both) to bring equity back above the maintenance threshold. If you don't respond quickly, the broker can sell your positions without your consent — often at the worst possible prices.

**Example of margin risk**:
- You buy $20,000 of stock using $10,000 of your own money + $10,000 margin loan
- The stock falls 40% to $12,000
- Your equity is now $12,000 − $10,000 loan = $2,000 (10% equity — below 25% maintenance)
- Margin call: you must deposit $1,000–$3,000 or have positions liquidated

## Cash Account vs. Margin Account Comparison

| Feature | Cash Account | Margin Account |
|---|---|---|
| Borrowing | Not permitted | Up to 50% of purchase (Reg T) |
| Short selling | Not permitted | Permitted |
| Interest charges | None | Yes — on borrowed balance |
| Options trading | Limited (buying calls/puts OK; selling covered calls OK) | Full options strategies available |
| Settlement risk | Good faith/freeriding violations possible | Settled funds less of a concern |
| Margin calls | Never | Yes — if equity falls below maintenance |
| [SIPC](https://www.sipc.org/) coverage | Up to $500K | Same |
| Minimum balance | Often none | $2,000 minimum (FINRA requirement) |
| Pattern day trader (PDT) rule | Not applicable | Applies: 4+ day trades in 5 days requires $25,000 minimum |

## Margin Interest: The Hidden Cost

Margin interest accumulates daily and compounds against your position. Rates vary by broker and loan size:

*A 9% margin rate erases a 7% gross return, turning a gain into a net loss.*

- Typical margin rate (major brokers): 6–12% annually
- Rate on borrowed funds up to $10K: often 10%+
- Rate on $100K+: may be 6–8%

**Example cost**: $10,000 margin loan at 9% annual rate = $900/year, or $2.47/day. If a stock position returns 7% per year, the interest cost turns a 7% gross return into a net loss.

Margin is only economically rational if the return on invested capital (including the borrowed portion) exceeds the margin interest rate — a condition that is easy to assume but harder to consistently achieve.

## Who Should Use Each Account Type

**Cash account is better for**:
- Long-term buy-and-hold investors
- Retirement accounts (margin not allowed in IRAs)
- New investors unfamiliar with margin mechanics
- Anyone who cannot tolerate margin call risk

**Margin account is necessary for**:
- Short selling stocks
- Certain options strategies (selling uncovered puts, spreads requiring margin)
- Day traders (must have margin account; subject to PDT rule)
- Investors using portfolio margining for complex strategies

## Conclusion

The cash vs. margin account decision is fundamentally about risk tolerance and strategy. Cash accounts are simpler, safer, and appropriate for the vast majority of long-term investors. Margin accounts provide leverage that can amplify both gains and losses, enable short selling, and unlock more complex options strategies — but they introduce margin call risk, interest charges, and the potential for forced liquidation at inopportune moments. If you use margin, keep the borrowing conservative (well below your maximum), and always have a plan for a sudden 20–30% market decline.
