Credit default swaps became infamous during the 2008 financial crisis as weapons of mass financial destruction. But they also serve as a crucial tool for managing credit risk in bond portfolios, providing market-implied credit quality signals, and enabling banks to transfer loan exposure without selling the loans. Here's exactly how they work.

## What Is a Credit Default Swap?

A credit default swap (CDS) is a bilateral financial contract in which:

- The **protection buyer** pays regular premiums (the "spread") to the protection seller
- In return, the **protection seller** agrees to compensate the protection buyer if a specified credit event occurs affecting a reference entity (company or sovereign)

Think of a CDS as insurance on a bond or loan:
- The protection buyer is like the policyholder paying [insurance premiums](/blog/what-are-insurance-premiums)
- The protection seller is the insurer
- The "credit event" is the equivalent of the insured event (default, bankruptcy, restructuring)

Unlike actual insurance, however, you don't need to own the underlying bond to buy a CDS on it. This creates a purely speculative use case where buyers "bet" on a company or government defaulting.

## Basic CDS Mechanics

**Example**: Investor A holds $10 million in XYZ Corporation bonds. Worried about XYZ's creditworthiness, Investor A buys a 5-year CDS from Bank B:

*Money flows between protection buyer, protection seller, and reference entity in a basic CDS contract.*

- **Premium (spread)**: 200 [basis points](/blog/basis-points) per year = 2% × $10M = $200,000/year
- Investor A pays $200,000/year to Bank B for 5 years
- If XYZ defaults within 5 years, Bank B pays Investor A the loss on the bonds

**Without default**: Investor A pays $1,000,000 total over 5 years (5 × $200K) and receives nothing back, the premium was the cost of protection that wasn't needed.

**With default**: If XYZ defaults in Year 3 and the bonds recover at 40 cents on the dollar:
- Bank B pays Investor A: $10M × (1 − 40%) = **$6 million**
- Investor A's net: bond holdings worth $4M + $6M CDS payout = $10M recovered (minus premiums paid)

## Credit Events That Trigger CDS Payouts

The International Swaps and Derivatives Association (ISDA) standardizes which events trigger CDS contracts. Common credit events include:

![The five main credit events defined by ISDA that can trigger a CDS payout.](data:image/svg+xml,%3Csvg%20xmlns%3D%22http%3A%2F%2Fwww.w3.org%2F2000%2Fsvg%22%20viewBox%3D%220%200%20760%20211%22%20width%3D%22760%22%20height%3D%22211%22%20role%3D%22img%22%3E%3Ctitle%3EHierarchy%3C%2Ftitle%3E%3Crect%20width%3D%22100%25%22%20height%3D%22100%25%22%20fill%3D%22%23f8fafc%22%2F%3E%3Crect%20x%3D%22300%22%20y%3D%2220%22%20width%3D%22160%22%20height%3D%2258%22%20rx%3D%228%22%20fill%3D%22%232563eb%22%2F%3E%3Ctext%20x%3D%22380%22%20y%3D%2254%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22700%22%20fill%3D%22white%22%3ECredit%20Events%3C%2Ftext%3E%3Cpath%20d%3D%22M%20380%2078%20L%20380%20105.5%20L%20110%20105.5%20L%20110%20133%22%20stroke%3D%22%23cbd5e1%22%20stroke-width%3D%222%22%20fill%3D%22none%22%2F%3E%3Crect%20x%3D%2230%22%20y%3D%22133%22%20width%3D%22160%22%20height%3D%2258%22%20rx%3D%228%22%20fill%3D%22white%22%20stroke%3D%22%230891b2%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22110%22%20y%3D%22158%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2213%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3EBankruptcy%3C%2Ftext%3E%3Ctext%20x%3D%22110%22%20y%3D%22176%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2210%22%20fill%3D%22%2364748b%22%3Einsolvency%20filing%3C%2Ftext%3E%3Cpath%20d%3D%22M%20380%2078%20L%20380%20105.5%20L%20290%20105.5%20L%20290%20133%22%20stroke%3D%22%23cbd5e1%22%20stroke-width%3D%222%22%20fill%3D%22none%22%2F%3E%3Crect%20x%3D%22210%22%20y%3D%22133%22%20width%3D%22160%22%20height%3D%2258%22%20rx%3D%228%22%20fill%3D%22white%22%20stroke%3D%22%230891b2%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22290%22%20y%3D%22158%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2213%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3EFailure%20to%20Pay%3C%2Ftext%3E%3Ctext%20x%3D%22290%22%20y%3D%22176%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2210%22%20fill%3D%22%2364748b%22%3E%241M%2B%20missed%3C%2Ftext%3E%3Cpath%20d%3D%22M%20380%2078%20L%20380%20105.5%20L%20470%20105.5%20L%20470%20133%22%20stroke%3D%22%23cbd5e1%22%20stroke-width%3D%222%22%20fill%3D%22none%22%2F%3E%3Crect%20x%3D%22390%22%20y%3D%22133%22%20width%3D%22160%22%20height%3D%2258%22%20rx%3D%228%22%20fill%3D%22white%22%20stroke%3D%22%230891b2%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22470%22%20y%3D%22158%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2213%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3ERestructuring%3C%2Ftext%3E%3Ctext%20x%3D%22470%22%20y%3D%22176%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2210%22%20fill%3D%22%2364748b%22%3Eworse%20terms%3C%2Ftext%3E%3Cpath%20d%3D%22M%20380%2078%20L%20380%20105.5%20L%20650%20105.5%20L%20650%20133%22%20stroke%3D%22%23cbd5e1%22%20stroke-width%3D%222%22%20fill%3D%22none%22%2F%3E%3Crect%20x%3D%22570%22%20y%3D%22133%22%20width%3D%22160%22%20height%3D%2258%22%20rx%3D%228%22%20fill%3D%22white%22%20stroke%3D%22%230891b2%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22650%22%20y%3D%22158%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2213%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3ERepudiation%3C%2Ftext%3E%3Ctext%20x%3D%22650%22%20y%3D%22176%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2210%22%20fill%3D%22%2364748b%22%3Esovereign%20refusal%3C%2Ftext%3E%3C%2Fsvg%3E)

*The five main credit events defined by ISDA that can trigger a CDS payout.*

- **Bankruptcy**: Filing for bankruptcy protection or similar insolvency proceedings
- **Failure to pay**: Missed principal or interest payments above a threshold amount (typically $1 million+)
- **Restructuring**: Debt restructuring that results in worse terms for creditors (reduced interest, extended maturity)
- **Repudiation/moratorium**: Government declares it won't pay debts (sovereign CDS)
- **Obligation acceleration**: Creditors demand early repayment due to covenant breach

The [ISDA Master Agreement](https://www.isda.org) governs CDS contracts globally and provides the framework for determining whether a credit event has occurred.

## CDS Spread: Reading the Market's Credit Signal

The CDS spread is quoted in basis points per year. A higher spread = higher perceived default risk = more expensive protection.

**CDS spread ≈ (Probability of Default) × (1 − Recovery Rate)**

| Company Type | Typical CDS Spread |
|---|---|
| Investment-grade blue chip (AAA) | 10–50 bps |
| Investment-grade (BBB) | 50–150 bps |
| High-yield BB | 200–400 bps |
| High-yield B | 400–800 bps |
| Distressed (CCC) | 800–2,000+ bps |
| Sovereign (stable, e.g., Germany) | 5–30 bps |
| Sovereign (stressed, e.g., Argentina) | 1,000–3,000+ bps |

**Reading CDS spreads as investor signals**:

CDS spreads react faster than credit ratings to changes in perceived creditworthiness. When a company's CDS spread widens significantly while its bonds still trade at par, the CDS market is sending a warning that ratings agencies or bond investors haven't fully priced in yet.

Tracking CDS spreads for companies in a portfolio, even if you don't trade CDS, provides real-time credit quality signals.

## Physical vs. Cash Settlement

When a credit event occurs, CDS contracts can settle in two ways:

**Physical settlement**: The protection buyer delivers the defaulted bonds to the protection seller and receives the full face value ($10M in our example). The seller is then left holding the defaulted bonds at whatever their recovery value turns out to be.

**Cash settlement**: No bonds change hands. The two parties settle the difference between par value and the recovery rate, determined by an ISDA auction. Most CDS contracts today use cash settlement.

## The Role of CDS in the 2008 Financial Crisis

AIG's near-collapse in September 2008 was directly caused by its CDS positions. AIG Financial Products had sold massive amounts of CDS protection on mortgage-backed securities (CDOs), effectively insuring hundreds of billions of dollars of mortgage securities against default.

When the housing market collapsed:
- AIG's CDS contracts required massive collateral posting as the reference securities fell in value
- AIG couldn't post the required collateral ($85+ billion)
- The US government bailed out AIG for $182 billion to prevent a cascade of bank failures, the banks that had bought AIG's CDS protection would have faced enormous losses

The episode revealed CDS's systemic risks:
- Unlike traditional insurance, CDS sellers weren't required to hold reserves matching potential payouts
- The bilateral (OTC) nature of CDS created enormous counterparty risk chains
- CDS on synthetic CDOs had amplified the financial system's exposure to mortgage risk far beyond actual mortgage origination volumes

## Post-Crisis CDS Reform

After 2008, significant regulatory reforms changed the CDS market:

*Central clearing interposes a CCP between buyer and seller, eliminating direct counterparty risk.*

**Central clearing**: Standardized CDS contracts must now be cleared through central counterparties (CCPs), the CCP stands between buyer and seller, reducing counterparty risk. The [Depository Trust & Clearing Corporation (DTCC)](https://www.dtcc.com) provides trade repository services.

**Dodd-Frank (US)**: Required reporting and clearing for standardized swaps; increased capital requirements for CDS dealers.

**EMIR (EU)**: Similar requirements in Europe for mandatory clearing and reporting.

## CDS Indices: CDX and iTraxx

Rather than single-name CDS, investors often use **CDS indices**:

- **CDX North America Investment Grade (CDX.IG)**: Based on 125 investment-grade US companies, the most liquid US credit instrument
- **CDX High Yield (CDX.HY)**: 100 US high-yield companies
- **iTraxx Europe**: 125 European investment-grade companies
- **iTraxx Crossover**: 75 European sub-investment-grade companies

CDS index spreads are widely watched as real-time indicators of overall credit market stress. When CDX.IG widens sharply (protection becomes more expensive), it signals broad credit market deterioration, often a leading indicator of equity market volatility.

## Legitimate Uses of CDS

**Hedging**: Bond investors buy CDS protection to hedge specific credit risk without selling the bonds (which might be illiquid or trigger tax events).

**Credit risk transfer**: Banks use CDS to transfer loan exposure from their balance sheets without selling the loans themselves, freeing regulatory capital.

**Relative value**: Traders exploit pricing discrepancies between CDS spreads and bond yields on the same issuer.

**Sovereign credit analysis**: CDS spreads on government bonds provide a market-based complement to official credit ratings for assessing country risk.

## Conclusion

Credit default swaps are simultaneously one of finance's most useful risk management tools and one of its most dangerous instruments when misused at scale. For investors, understanding CDS spreads as credit quality signals provides a real-time market perspective that complements bond prices and ratings. For risk managers, CDS enable precise hedging of credit exposure. For the financial system, the post-2008 reforms to centralize clearing and increase capital requirements have substantially reduced (though not eliminated) the systemic risks that nearly destroyed the global financial system in 2008.
