---
**Distributable Net Income (DNI)** is a tax concept that determines the maximum amount of income a trust or estate can distribute to its beneficiaries in a tax-deductible manner, and simultaneously caps the amount of income taxable to those beneficiaries. DNI serves as the linchpin of trust and estate taxation under Subchapter J of the Internal Revenue Code (IRC §§ 643–663): it limits the trust's deduction for distributions made to beneficiaries, and it limits the amount of income the beneficiaries must include in their own taxable income. Without DNI, beneficiaries could be taxed on distributions of corpus (principal), which would be inappropriate since principal distributions aren't income. Understanding DNI is essential for trust attorneys, estate planners, CPAs who prepare fiduciary income tax returns (Form 1041), and beneficiaries of trusts and estates.

## What DNI Includes and Excludes

**DNI generally includes** (under IRC § 643(a)):
- Ordinary income: interest, dividends, rents, royalties, business income
- Capital gains allocated to income (if required by the trust instrument or state law, otherwise capital gains are generally excluded)
- Tax-exempt income (included in DNI but reduced proportionally for the deduction calculation)

*DNI is built from ordinary income and allocated capital gains, while corpus distributions and gains allocated to principal are excluded.*

**DNI generally excludes**:
- Capital gains allocated to corpus (principal), in most trusts
- Extraordinary dividends allocated to corpus
- Amounts paid to satisfy specific dollar bequests

**Net effect**: DNI is roughly "the trust's ordinary income, adjusted for certain items." It does NOT include corpus (principal) even if that principal is distributed to beneficiaries.

## DNI Formula

> **DNI = Trust's Taxable Income + Distribution Deduction + Personal Exemption − Net Capital Gains (if allocated to corpus)**

Or, a simpler conceptual definition:

> **DNI = Trust's Gross Income − Deductible Trust Expenses (excluding distributions)**

**Practical example**:
- Trust receives: $15,000 interest, $8,000 qualified dividends, $5,000 capital gains (allocated to corpus)
- Trust pays: $2,000 trustee fees; $1,500 investment advisory fees
- DNI = ($15,000 + $8,000) − ($2,000 + $1,500) = **$19,500**
- Capital gains ($5,000) excluded from DNI because allocated to corpus

## DNI and the Distribution Deduction

The trust receives a **deduction for distributions** to beneficiaries, but only up to DNI. This prevents double taxation: if the trust deducts income distributed and the beneficiary includes it in income, the same income is only taxed once (at either the trust or beneficiary level).

![Income flows from the trust through DNI to beneficiaries, who then report it on their personal returns via Schedule K-1.](data:image/svg+xml,%3Csvg%20xmlns%3D%22http%3A%2F%2Fwww.w3.org%2F2000%2Fsvg%22%20viewBox%3D%220%200%20875%20125%22%20width%3D%22875%22%20height%3D%22125%22%20role%3D%22img%22%3E%3Ctitle%3EFlow%20diagram%3C%2Ftitle%3E%3Crect%20width%3D%22100%25%22%20height%3D%22100%25%22%20fill%3D%22%23f8fafc%22%2F%3E%3Crect%20x%3D%2230%22%20y%3D%2225%22%20width%3D%22170%22%20height%3D%2275%22%20rx%3D%2210%22%20fill%3D%22white%22%20stroke%3D%22%232563eb%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22115%22%20y%3D%2258.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3ETrust%20Income%3C%2Ftext%3E%3Ctext%20x%3D%22115%22%20y%3D%2278.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2211%22%20fill%3D%22%2364748b%22%3EGross%20receipts%3C%2Ftext%3E%3Cline%20x1%3D%22205%22%20y1%3D%2262.5%22%20x2%3D%22237%22%20y2%3D%2262.5%22%20stroke%3D%22%2364748b%22%20stroke-width%3D%222%22%2F%3E%3Cpolygon%20points%3D%22244%2C62.5%20235%2C57.5%20235%2C67.5%22%20fill%3D%22%2364748b%22%2F%3E%3Crect%20x%3D%22245%22%20y%3D%2225%22%20width%3D%22170%22%20height%3D%2275%22%20rx%3D%2210%22%20fill%3D%22white%22%20stroke%3D%22%232563eb%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22330%22%20y%3D%2258.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3EDNI%20Calculated%3C%2Ftext%3E%3Ctext%20x%3D%22330%22%20y%3D%2278.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2211%22%20fill%3D%22%2364748b%22%3ELess%20expenses%3C%2Ftext%3E%3Cline%20x1%3D%22420%22%20y1%3D%2262.5%22%20x2%3D%22452%22%20y2%3D%2262.5%22%20stroke%3D%22%2364748b%22%20stroke-width%3D%222%22%2F%3E%3Cpolygon%20points%3D%22459%2C62.5%20450%2C57.5%20450%2C67.5%22%20fill%3D%22%2364748b%22%2F%3E%3Crect%20x%3D%22460%22%20y%3D%2225%22%20width%3D%22170%22%20height%3D%2275%22%20rx%3D%2210%22%20fill%3D%22white%22%20stroke%3D%22%232563eb%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22545%22%20y%3D%2258.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3EDistribution%3C%2Ftext%3E%3Ctext%20x%3D%22545%22%20y%3D%2278.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2211%22%20fill%3D%22%2364748b%22%3EDeducted%20by%20trust%3C%2Ftext%3E%3Cline%20x1%3D%22635%22%20y1%3D%2262.5%22%20x2%3D%22667%22%20y2%3D%2262.5%22%20stroke%3D%22%2364748b%22%20stroke-width%3D%222%22%2F%3E%3Cpolygon%20points%3D%22674%2C62.5%20665%2C57.5%20665%2C67.5%22%20fill%3D%22%2364748b%22%2F%3E%3Crect%20x%3D%22675%22%20y%3D%2225%22%20width%3D%22170%22%20height%3D%2275%22%20rx%3D%2210%22%20fill%3D%22white%22%20stroke%3D%22%232563eb%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22760%22%20y%3D%2258.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3EBeneficiary%3C%2Ftext%3E%3Ctext%20x%3D%22760%22%20y%3D%2278.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2211%22%20fill%3D%22%2364748b%22%3ETaxed%20via%20K-1%3C%2Ftext%3E%3C%2Fsvg%3E)

*Income flows from the trust through DNI to beneficiaries, who then report it on their personal returns via Schedule K-1.*

**Trust vs. beneficiary tax rate consideration**: Trusts reach the highest federal income tax brackets very quickly, the 37% rate kicks in at just $15,200 of trust taxable income in 2024 (vs. $609,350 for individual filers). This creates a strong incentive to distribute income to beneficiaries who are in lower brackets.

| 2024 Trust/Estate Tax Brackets | Rate |
|---|---|
| $0 – $3,100 | 10% |
| $3,101 – $11,150 | 24% |
| $11,151 – $15,200 | 35% |
| Over $15,200 | **37%** |

A trust with $50,000 of DNI and beneficiaries in the 22% bracket saves ~15 percentage points of tax by distributing (paying tax at 22% rather than 37%).

## How Beneficiaries Are Taxed on Distributions

When a trust distributes income to beneficiaries:
1. The beneficiary receives a Schedule K-1 from the trust
2. The beneficiary includes their share of DNI in their taxable income
3. The income retains its character: ordinary income, qualified dividends, tax-exempt income, etc.
4. The trust takes a corresponding deduction (limited to DNI)

**Character of income**: The income retains its character in the beneficiary's hands. Qualified dividends distributed by the trust are qualified dividends for the beneficiary, taxed at preferential rates (0%, 15%, 20%).

## DNI in Estates vs. Trusts

DNI rules apply to both trusts and estates (decedent's estates during the administration period). Key difference:
- **Estates** have a 65-day rule (IRC § 663(b)) allowing distributions made in the first 65 days of the following tax year to be treated as made in the current year, useful for tax planning
- **Simple trusts** must distribute all income currently; DNI and the distribution deduction are straightforward
- **Complex trusts** may accumulate income, distribute corpus, or make charitable distributions, DNI calculations are more complex

## Conclusion

DNI is the ceiling on the amount of trust income that can be deducted by the trust and taxed to its beneficiaries. It consists primarily of ordinary income less trust expenses and excludes capital gains allocated to corpus. Because trusts face compressed tax brackets (37% at $15,200 of income), distributing income to lower-bracket beneficiaries is a core fiduciary income tax planning strategy.
