---
EBITDA adjustments are modifications made to reported EBITDA to arrive at "Adjusted EBITDA", a normalised measure of operating cash earnings that removes non-recurring, non-cash, or non-operating items that are not expected to repeat. In M&A transactions, leveraged buyouts, and credit analysis, companies virtually always present Adjusted EBITDA rather than reported EBITDA because buyers and lenders want to understand the run-rate earning power of the business, not earnings distorted by one-time events. The problem is that "adjustments" are highly subjective, sellers and borrowers have strong incentives to add back costs aggressively, inflating Adjusted EBITDA to justify higher valuations or larger loans. Understanding which EBITDA adjustments are legitimate and which are suspect is one of the most important skills in M&A due diligence and credit analysis.

## What Is Adjusted EBITDA?

> **Adjusted EBITDA = Reported EBITDA + Add-backs − Deductions**

*How reported EBITDA is transformed into Adjusted EBITDA by adding back non-recurring costs and removing one-time gains.*

**Reported EBITDA** = Net Income + Interest + Taxes + Depreciation + Amortisation

**Adjustments** (add-backs and deductions) are applied to "normalise" reported EBITDA to reflect sustainable run-rate earnings:

**Common legitimate add-backs**:
- One-time legal settlements and litigation costs
- One-time restructuring charges (workforce reductions, facility closures)
- Transaction fees for M&A or financing events
- Loss on sale of non-core assets
- Natural disaster losses (flood, fire, truly one-time)
- Owner compensation in excess of market (normalised to market salary for a professional CEO)
- Non-cash expenses: stock-based compensation, non-cash rent adjustments

**Common deductions (negative adjustments)**:
- One-time gains on asset sales
- Insurance proceeds
- Government grants (non-recurring)

## Example EBITDA Bridge

| Line Item | Amount |
|---|---|
| Net Income | $8,500,000 |
| + Interest Expense | $2,200,000 |
| + Income Taxes | $3,100,000 |
| + Depreciation | $4,500,000 |
| + Amortisation | $1,800,000 |
| **= Reported EBITDA** | **$20,100,000** |
| + Legal settlement (one-time) | $1,500,000 |
| + Restructuring charge (layoffs) | $800,000 |
| + M&A transaction costs | $600,000 |
| + Non-cash stock compensation | $1,200,000 |
| + Owner excess compensation ($700K above market) | $700,000 |
| − Gain on real estate sale (one-time) | ($900,000) |
| **= Adjusted EBITDA** | **$24,000,000** |

*At 10x EBITDA, aggressive add-backs increase enterprise value by $39M in the example bridge.*

The adjusted EBITDA of $24M is 19.4% higher than reported EBITDA of $20.1M. If the company sells at 10x EBITDA:
- Enterprise value at reported EBITDA: $201M
- Enterprise value at adjusted EBITDA: $240M
The seller benefits by $39M from the adjustments, demonstrating why sellers aggressively seek every defensible add-back.

## Legitimate vs. Aggressive EBITDA Adjustments

| Adjustment | Legitimate? | Notes |
|---|---|---|
| One-time lawsuit settlement | Yes | Clearly non-recurring; document the specific case |
| Restructuring (one year) | Usually yes | If repeated every year → not "one-time" |
| "Pro forma" synergies from acquisitions | Highly subjective | Projecting future synergies not yet achieved is speculative |
| Cost savings from strategic initiatives not yet implemented | Very aggressive | "What EBITDA will be when we execute", not current earnings |
| Management consulting fees that will disappear post-sale | Sometimes | Depends if truly non-recurring |
| Stock-based compensation (SBC) | Debatable | EBITDA typically adds back SBC, but SBC is a real economic cost |
| "Normalised" marketing spend | Suspicious | If the business cut marketing to boost EBITDA before sale |
| COVID-19 adjustments post-2022 | Increasingly suspect | Most buyers no longer accept these as meaningful |

## Quality of Earnings (QoE) Analysis

In M&A due diligence, buyers hire accounting firms to perform a **Quality of Earnings (QoE)** analysis, an independent review of the seller's adjusted EBITDA to:
1. Verify the adjustments are legitimate and non-recurring
2. Identify [revenue recognition](/blog/recognise-revenue) issues that inflate EBITDA
3. Test customer concentration, contract terms, and revenue sustainability
4. Identify costs that are missing from the P&L (e.g., costs that should be expensed but are capitalised)
5. Normalise working capital and capex to identify hidden cash flow requirements

**QoE outcomes**: Buyers frequently find that seller-adjusted EBITDA is overstated by 10%–30% once scrutinised. A "confirmed" QoE EBITDA is a much more reliable basis for valuation than the management's unadjusted presentation.

## EBITDA Adjustments in Credit Markets

Lenders also use Adjusted EBITDA to underwrite leveraged loans and high-yield bonds:
- **Leverage = Debt / Adjusted EBITDA**
- Companies with aggressive adjustments show artificially low leverage ratios
- Post-2008 and post-COVID, lenders tightened acceptable adjustment criteria

**"EBITDAC"**: During COVID, some companies proposed adding back pandemic-related costs and calling it "EBITDA-C" (EBITDA plus COVID adjustments). Most sophisticated lenders rejected these adjustments as permanent operational costs.

## Conclusion

EBITDA adjustments are the most contested element of M&A and credit transactions because they directly determine enterprise value and leverage ratios. Legitimate adjustments (one-time legal costs, non-recurring restructuring, owner excess compensation) are defensible and widely accepted. Speculative adjustments (future synergies, not-yet-executed cost savings, normalised marketing) are aggressive and should trigger buyer/lender scrutiny. Always pair adjusted EBITDA review with a Quality of Earnings analysis, the gap between management-adjusted and confirmed EBITDA is where deals succeed or fail.
