---
Leverage, or "gearing" in British financial terminology, measures how much a company relies on debt to finance its operations. Understanding leverage ratios is essential for assessing corporate financial health, predicting crisis vulnerability, and comparing companies across industries.

## What Is Leverage?

**Financial leverage** is the use of borrowed capital (debt) to finance assets or operations. A company with high leverage has funded a large portion of its assets with debt rather than equity. The gearing ratio quantifies this relationship.

**Why it matters**: Leverage amplifies returns, both positive and negative. A business earning 10% on assets funded 30% by equity and 70% by 5% debt earns 21.7% on equity (ROE). The same business funded 100% by equity earns only 10% on equity. But if returns on assets turn negative, high leverage amplifies losses to the same degree.

## The Main Leverage Ratios

### 1. Debt-to-Equity Ratio

*The five core leverage ratios used to assess a company's debt burden, each measuring a different dimension of financial risk.*

**Formula: Total Debt / Total Equity**

The classic gearing ratio, expressed as either a ratio (0.5:1) or percentage (50%).

**Example**: A company with $300M in total debt and $600M in equity has:
- D/E = 300M / 600M = **0.5** (or 50%)

**Interpretation by industry**:
- Technology companies: 0.0–0.3 (typically cash-rich, low debt)
- Consumer brands: 0.3–1.0 (moderate debt)
- Industrials: 0.5–2.0 (capital-intensive, substantial debt)
- Utilities: 1.0–2.5 (stable cash flows support high leverage)
- Banks and financial services: 8.0–15.0 (regulated leverage, deposits count as debt)

**Rule of thumb**: A D/E above 2.0 outside of regulated/utility sectors suggests elevated financial risk. D/E above 4.0 is typically distressed for most non-financial companies.

### 2. Debt Ratio

**Formula: Total Debt / Total Assets**

Measures what percentage of assets is funded by debt.

**Example**: $300M debt / $900M total assets = 33.3%

**Interpretation**:
- 0–30%: Conservative capital structure
- 30–50%: Moderate leverage
- 50–70%: Aggressive leverage
- 70%+: Highly leveraged (common in LBOs and distressed companies)

### 3. Debt-to-EBITDA Ratio

**Formula: Total Debt / EBITDA**

Measures how many years of current EBITDA would be required to pay off debt.

**Example**: $300M debt / $100M EBITDA = **3.0x**

**Interpretation**:
- Below 2.0x: Conservative leverage
- 2.0–4.0x: Moderate leverage, typical for most investment-grade companies
- 4.0–6.0x: High leverage, often signals BB rating or below
- Above 6.0x: Very high leverage, typically highly leveraged / distressed debt territory

**Private equity context**: Most LBOs use 5–6x EBITDA as total leverage, at the upper end of what lenders will tolerate. The "covenant-lite" LBO market has pushed these multiples higher in certain periods.

### 4. Interest Coverage Ratio (Times Interest Earned)

**Formula: EBIT / Interest Expense**

Measures how many times operating earnings cover interest payments.

**Example**: $200M EBIT / $40M interest = **5.0x coverage**

**Interpretation**:
- 5.0x+: Strong coverage
- 3.0–5.0x: Adequate coverage
- 2.0–3.0x: Tight coverage, vulnerable to EBIT decline
- Below 2.0x: Serious concern
- Below 1.0x: Operating earnings don't cover interest, default is imminent without refinancing or rescue capital

### 5. Equity Multiplier

**Formula: Total Assets / Total Equity**

A component of the DuPont decomposition of ROE. A higher multiplier indicates more leverage.

**Example**: $900M assets / $600M equity = **1.5x**

**DuPont insight**: ROE = Net [Profit Margin](/blog/how-do-i-calculate-profit-margin) × Asset Turnover × Equity Multiplier. Companies can "juice" ROE by increasing the equity multiplier (more leverage), which amplifies returns in good times and losses in bad times.

## Operating Leverage vs. Financial Leverage

**Financial leverage**: Use of debt financing, the subject of most leverage ratios.

**Operating leverage**: Extent to which a company has fixed costs relative to variable costs. High operating leverage means profits are very sensitive to sales volume.

**Example of operating leverage**:
- Software company: Very low variable costs ([marginal cost](/blog/marginal-cost) ≈ 0), high fixed costs (development, sales). Small increase in revenue creates large increase in profit.
- Airline: High fixed costs (aircraft, gates, staff), moderate variable costs (fuel, food). Very leveraged to load factor.
- Grocery store: Low operating leverage, most costs scale with sales volume.

**Combined leverage** = operating leverage × financial leverage. The combination determines how sensitive [earnings per share](/blog/calculation-of-earning-per-share) is to changes in sales volume.

## Leverage and Return on Equity (ROE)

The DuPont decomposition shows how leverage affects ROE:

![Same 6% ROA produces 18% ROE at 3x equity multiplier versus 6% ROE with no leverage, illustrating how debt amplifies returns.](data:image/svg+xml,%3Csvg%20xmlns%3D%22http%3A%2F%2Fwww.w3.org%2F2000%2Fsvg%22%20viewBox%3D%220%200%20800%20210%22%20width%3D%22800%22%20height%3D%22210%22%20role%3D%22img%22%3E%3Ctitle%3EComparison%3C%2Ftitle%3E%3Crect%20width%3D%22100%25%22%20height%3D%22100%25%22%20fill%3D%22%23f8fafc%22%2F%3E%3Ctext%20x%3D%22230%22%20y%3D%2257.5%22%20text-anchor%3D%22end%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3ENo%20Leverage%20%281x%29%3C%2Ftext%3E%3Crect%20x%3D%22240%22%20y%3D%2225%22%20width%3D%22150%22%20height%3D%2255%22%20rx%3D%226%22%20fill%3D%22%232563eb%22%2F%3E%3Ctext%20x%3D%22402%22%20y%3D%2257.5%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22700%22%20fill%3D%22%232563eb%22%3E%256%3C%2Ftext%3E%3Ctext%20x%3D%22230%22%20y%3D%22152.5%22%20text-anchor%3D%22end%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3EHigh%20Leverage%20%283x%29%3C%2Ftext%3E%3Crect%20x%3D%22240%22%20y%3D%22120%22%20width%3D%22450%22%20height%3D%2255%22%20rx%3D%226%22%20fill%3D%22%237c3aed%22%2F%3E%3Ctext%20x%3D%22702%22%20y%3D%22152.5%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22700%22%20fill%3D%22%237c3aed%22%3E%2518%3C%2Ftext%3E%3C%2Fsvg%3E)

*Same 6% ROA produces 18% ROE at 3x equity multiplier versus 6% ROE with no leverage, illustrating how debt amplifies returns.*

**ROE = Net Margin × Asset Turnover × Equity Multiplier**

A company with consistent 6% [return on assets](/blog/roa-calculation) (ROA) can generate:
- 6% ROE at 1x equity multiplier (no leverage)
- 12% ROE at 2x equity multiplier (moderate leverage)
- 18% ROE at 3x equity multiplier (high leverage)

But that 3x multiplier means if ROA drops to −2% (plausible in a recession), ROE drops to −6%, and if it drops to −5% (severe recession), ROE drops to −15%. Leverage cuts both ways.

## Gearing vs. Leverage: Is There a Difference?

**No substantive difference**, "gearing" is the British term for "leverage":
- UK/Commonwealth financial terminology: gearing, highly geared, gearing ratio
- US terminology: leverage, highly leveraged, leverage ratio

Some authors make a subtle distinction:
- Financial gearing = debt-related leverage
- Operating gearing = operating leverage

But in practice, the terms are interchangeable. If you see "gearing ratio" in UK/Australian financial analysis, substitute "leverage ratio" mentally.

## Leverage in Banking: Very Different

Banks have fundamentally different leverage than non-financial companies:

**Regulatory capital requirements**:
- Tier 1 Capital Ratio: Equity / Risk-Weighted Assets (minimum 6% under Basel III)
- Common Equity Tier 1: Tangible common equity / RWA (minimum 4.5%, plus buffers = 7-10% in practice)
- Leverage Ratio: Tier 1 / Total Assets (minimum 3% under Basel III)

**Typical bank leverage**:
- Total assets-to-equity ratio: 10-15x (compared to 1-2x for non-financial)
- This is structural, banks are leveraged institutions by definition (deposit-funded lending)

Comparing banks to non-financial companies using the same leverage ratios is meaningless. Bank leverage is measured in regulatory terms.

## LBO Leverage: A Special Case

Private equity leveraged buyouts push leverage to extremes:
- Total debt/EBITDA of 5.5–7.0x is typical
- Senior debt / EBITDA: 3.0–4.5x
- Subordinated/mezzanine: 1.5–2.5x additional
- Debt represents 60-80% of total capitalization

**Why PE accepts high leverage**: The tax shield on debt interest (deductible against taxable income) provides a value boost, and high leverage magnifies equity returns if operational improvements are achieved.

**Risk**: LBOs fail when EBITDA declines in recession and interest coverage becomes inadequate. The 2007-era peak LBO vintage (Cerberus/Chrysler, Apollo/Harrah's, TPG/TXU) produced many failures.

## How Leverage Changes with the Business Cycle

Companies typically:
- **Increase leverage in good times**, when EBITDA is high and lenders are confident

*Industries with stable, predictable cash flows can sustain higher leverage; cyclical businesses with volatile earnings face greater distress risk at the same debt levels.*

Companies that enter a recession with high leverage (debt/EBITDA > 4x) face elevated default risk. Companies that entered 2020 with high leverage (cruise lines, airlines, retailers) experienced severe stress; many required emergency capital or went bankrupt.

## Conclusion

Leverage ratios are among the most important numbers in corporate finance, signaling both the potential upside (amplified returns in good times) and the risk (amplified losses, default, or bankruptcy in bad times). Different industries sustain different leverage levels based on cash flow stability, asset tangibility, and business cyclicality. For investors, tracking leverage trends, whether a company is deleveraging steadily, stuck at elevated levels, or taking on more debt, is one of the most useful signals about balance sheet health and management capital allocation discipline.
