---
The most favored nation clause is one of the foundational principles of international trade, and it appears in unexpected places from WTO trade agreements to venture capital term sheets to healthcare contracts. Understanding how MFN works explains why it's both essential to fair trade and frequently controversial.

## What Is a Most Favored Nation (MFN) Clause?

A **most favored nation (MFN) clause** is a contractual or treaty provision requiring that one party receive treatment at least as favorable as the most favorable treatment given to any other party in equivalent transactions.

In plain English: if you give a better deal to anyone else, you must give that same better deal to the party holding an MFN clause.

The term is somewhat misleading, "most favored nation" doesn't mean special favor above others; it means non-discrimination. An MFN clause ensures you receive *at least the same* as the best deal offered to any other comparable party.

## MFN in International Trade: The WTO Framework

The most important application of MFN is in international trade law. Under the **World Trade Organization (WTO)**, Article I of the GATT (General Agreement on Tariffs and Trade) establishes MFN as a core principle:

![The three main exceptions to MFN treatment permitted under WTO rules.](data:image/svg+xml,%3Csvg%20xmlns%3D%22http%3A%2F%2Fwww.w3.org%2F2000%2Fsvg%22%20viewBox%3D%220%200%20600%20211%22%20width%3D%22600%22%20height%3D%22211%22%20role%3D%22img%22%3E%3Ctitle%3EHierarchy%3C%2Ftitle%3E%3Crect%20width%3D%22100%25%22%20height%3D%22100%25%22%20fill%3D%22%23f8fafc%22%2F%3E%3Crect%20x%3D%22220%22%20y%3D%2220%22%20width%3D%22160%22%20height%3D%2258%22%20rx%3D%228%22%20fill%3D%22%232563eb%22%2F%3E%3Ctext%20x%3D%22300%22%20y%3D%2254%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22700%22%20fill%3D%22white%22%3EMFN%20Exceptions%3C%2Ftext%3E%3Cpath%20d%3D%22M%20300%2078%20L%20300%20105.5%20L%20120%20105.5%20L%20120%20133%22%20stroke%3D%22%23cbd5e1%22%20stroke-width%3D%222%22%20fill%3D%22none%22%2F%3E%3Crect%20x%3D%2240%22%20y%3D%22133%22%20width%3D%22160%22%20height%3D%2258%22%20rx%3D%228%22%20fill%3D%22white%22%20stroke%3D%22%230891b2%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22120%22%20y%3D%22158%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2213%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3EFree%20Trade%20Agreements%3C%2Ftext%3E%3Ctext%20x%3D%22120%22%20y%3D%22176%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2210%22%20fill%3D%22%2364748b%22%3EBilateral%20tariff%20reductio%E2%80%A6%3C%2Ftext%3E%3Cpath%20d%3D%22M%20300%2078%20L%20300%20105.5%20L%20300%20105.5%20L%20300%20133%22%20stroke%3D%22%23cbd5e1%22%20stroke-width%3D%222%22%20fill%3D%22none%22%2F%3E%3Crect%20x%3D%22220%22%20y%3D%22133%22%20width%3D%22160%22%20height%3D%2258%22%20rx%3D%228%22%20fill%3D%22white%22%20stroke%3D%22%230891b2%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22300%22%20y%3D%22158%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2213%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3ECustoms%20Unions%3C%2Ftext%3E%3Ctext%20x%3D%22300%22%20y%3D%22176%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2210%22%20fill%3D%22%2364748b%22%3Ee.g.%2C%20European%20Union%3C%2Ftext%3E%3Cpath%20d%3D%22M%20300%2078%20L%20300%20105.5%20L%20480%20105.5%20L%20480%20133%22%20stroke%3D%22%23cbd5e1%22%20stroke-width%3D%222%22%20fill%3D%22none%22%2F%3E%3Crect%20x%3D%22400%22%20y%3D%22133%22%20width%3D%22160%22%20height%3D%2258%22%20rx%3D%228%22%20fill%3D%22white%22%20stroke%3D%22%230891b2%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22480%22%20y%3D%22158%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2213%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3EDeveloping%20Nations%3C%2Ftext%3E%3Ctext%20x%3D%22480%22%20y%3D%22176%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2210%22%20fill%3D%22%2364748b%22%3EGSP%20preferences%3C%2Ftext%3E%3C%2Fsvg%3E)

*The three main exceptions to MFN treatment permitted under WTO rules.*

> "Any advantage, favour, privilege or immunity granted by any contracting party to any product originating in or destined for any other country shall be accorded immediately and unconditionally to the like product originating in or destined for the territories of all other contracting parties."

**What this means**: If the US charges 3% import duties on German cars, it must charge the same 3% on Japanese, Korean, Brazilian, and all other WTO member countries' cars. Preferential treatment for one WTO member must be extended to all.

**Exceptions**: WTO rules allow exceptions for:
- **Free trade agreements**: Two countries can lower tariffs with each other below MFN rates
- **Customs unions**: Like the EU, where members can trade freely
- **Developing countries**: Preferential treatment through Generalized System of Preferences (GSP)

The result: "MFN tariff rates" in international trade actually refer to the standard rates charged to all WTO members (not to specially favored parties), because MFN ensures a universal floor.

## MFN in Bilateral Investment Treaties

Bilateral investment treaties (BITs) between countries commonly include MFN clauses for foreign investors. If Country A has a BIT with Country B and Country C, and the B-treaty provides more investor protections, an investor from Country C might argue they're entitled to the better protections under the MFN clause in the C-treaty.

This "treaty shopping" has been controversial in international investment arbitration, tribunals have split on whether MFN clauses in investment treaties allow importing more favorable substantive protections from other treaties.

## MFN in Venture Capital and Private Equity

MFN clauses appear in venture capital investment agreements, particularly in **convertible notes** and **SAFE (Simple Agreement for Future Equity)** instruments:

*How an MFN clause automatically passes better terms from a later note to an earlier investor.*

**Convertible note MFN**: If a startup later issues another convertible note with better terms (lower conversion discount, lower valuation cap, higher interest rate), the MFN clause entitles earlier investors to those better terms automatically.

**SAFE MFN**: Similar, if a later SAFE is issued on better economic terms, earlier SAFE holders receive the improved terms.

**Why investors want MFN in early-stage deals**: Early-stage investors take more risk (investing before business proof). An MFN provision protects them from later, less-risky investors getting better economics, ensuring they're never at a disadvantage relative to investors who came after them.

**Founder perspective**: MFN clauses create complexity when raising multiple rounds, as terms from later raises automatically affect earlier investors.

## MFN in Licensing Agreements

In intellectual property licensing (software, pharmaceuticals, technology):

![An MFN clause drops Pharma A's royalty rate from 5% to 3% when a later licensee negotiates a lower rate.](data:image/svg+xml,%3Csvg%20xmlns%3D%22http%3A%2F%2Fwww.w3.org%2F2000%2Fsvg%22%20viewBox%3D%220%200%20800%20210%22%20width%3D%22800%22%20height%3D%22210%22%20role%3D%22img%22%3E%3Ctitle%3EComparison%3C%2Ftitle%3E%3Crect%20width%3D%22100%25%22%20height%3D%22100%25%22%20fill%3D%22%23f8fafc%22%2F%3E%3Ctext%20x%3D%22230%22%20y%3D%2257.5%22%20text-anchor%3D%22end%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3EOriginal%20Rate%20%28Pharma%20A%29%3C%2Ftext%3E%3Crect%20x%3D%22240%22%20y%3D%2225%22%20width%3D%22450%22%20height%3D%2255%22%20rx%3D%226%22%20fill%3D%22%232563eb%22%2F%3E%3Ctext%20x%3D%22702%22%20y%3D%2257.5%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22700%22%20fill%3D%22%232563eb%22%3E%255%3C%2Ftext%3E%3Ctext%20x%3D%22230%22%20y%3D%22152.5%22%20text-anchor%3D%22end%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3EAfter%20MFN%20Triggered%3C%2Ftext%3E%3Crect%20x%3D%22240%22%20y%3D%22120%22%20width%3D%22270%22%20height%3D%2255%22%20rx%3D%226%22%20fill%3D%22%237c3aed%22%2F%3E%3Ctext%20x%3D%22522%22%20y%3D%22152.5%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22700%22%20fill%3D%22%237c3aed%22%3E%253%3C%2Ftext%3E%3C%2Fsvg%3E)

*An MFN clause drops Pharma A's royalty rate from 5% to 3% when a later licensee negotiates a lower rate.*

An MFN clause in a license agreement means if the licensor offers the same license to any other licensee at a lower royalty rate or more favorable terms, the original licensee gets the same reduced rate automatically.

**Pharmaceutical example**: A drug company licenses a compound to Pharma A at 5% royalty with an MFN clause. If the company later licenses the same compound to Pharma B at 3% royalty, Pharma A's rate automatically drops to 3%.

This protects licensees from being undercut by later-arriving competitors who negotiate harder.

## MFN in Healthcare: Insurance and Provider Contracts

Hospitals and insurance companies negotiate contracts that sometimes include MFN clauses:

**Hospital MFN**: A hospital agrees to give an insurer the lowest rate it charges any other insurer. If the hospital offers a lower rate to a different insurer, the MFN insurer automatically receives the same rate.

**Controversy**: The [Federal Trade Commission](https://www.ftc.gov/) (FTC) and Department of Justice (DOJ) have challenged hospital MFN clauses as anti-competitive, they can effectively prevent hospitals from offering discounts to new or smaller insurers, which harms competition.

**Amazon Marketplace MFN**: Amazon's seller agreements historically required third-party sellers to offer their lowest prices on Amazon, effectively an MFN clause for Amazon. This was challenged by regulators in multiple jurisdictions as potentially anti-competitive, and Amazon modified these policies.

## MFN in Commercial Real Estate

Commercial lease agreements sometimes include MFN clauses for rent:

If a landlord offers the same type of space in the same building at a lower rent to a new tenant, existing tenants with MFN clauses receive rent reductions to match the new (lower) rate.

Landlords are reluctant to include these, precisely because they prevent negotiating lower rates with new tenants during leasing campaigns.

## Benefits and Criticisms of MFN Clauses

### Benefits

**Non-discrimination**: Ensures parties are treated equally, preventing favoritism based on relationship, negotiating power, or market timing.

**Certainty**: Contract parties know they won't be left with worse terms than future counterparties on the same transaction type.

**Early mover protection**: In venture capital and licensing, MFN protects parties who take risks early by ensuring later parties don't get materially better terms.

### Criticisms

**Price rigidity**: MFN clauses can prevent sellers from offering targeted discounts to win specific customers (a lower price to anyone requires lowering it for all MFN holders).

**Anti-competitive effects**: In markets with MFN clauses widely used, prices can stabilize at higher levels because sellers know discounting for one buyer requires discounting for all, reducing the incentive to compete on price.

**Complexity in multi-round financings**: In VC settings, MFN clauses across multiple early rounds create administrative complexity as terms cascade automatically.

## Conclusion

The most favored nation clause is a non-discrimination mechanism ensuring that a party receives at least the best terms offered to any other comparable counterparty. In international trade, it's the bedrock of the multilateral trading system. In finance and contracts, it protects investors and licensees from being disadvantaged relative to later-arriving parties. But MFN clauses come with real economic trade-offs, they can reduce pricing flexibility and, in some market structures, have anti-competitive effects that regulators have increasingly scrutinized.
