# Porter's 5 Forces: Strategic Framework for Industry Competitive Analysis

Porter's Five Forces is the most widely used framework in business strategy — a systematic way to assess the competitive intensity and [profitability](/blog/profitability-definition-economics) of any industry. Developed by Harvard professor Michael Porter in 1979, it's still taught in every MBA program and used by strategists, investors, and management teams worldwide.

## The Origin and Purpose

Michael Porter introduced the Five Forces in his 1979 Harvard Business Review article "How Competitive Forces Shape Strategy," later expanded in his 1980 book *Competitive Strategy*. Porter's insight: industry profitability is not determined by random or cyclical factors but by five identifiable structural forces.

**The core question**: Why are some industries reliably profitable (pharmaceuticals, software) while others struggle (airlines, commodity steel)? Porter's answer: industry structure, which can be analyzed through five competitive forces.

Each force pressures industry profitability. The stronger each force, the lower the industry's sustainable profitability. The weaker each force, the more attractive the industry.

## Force 1: Threat of New Entrants

**The question**: How easy is it for new competitors to enter the industry?

When entry is easy, industry profits attract new competitors, which over time drive down margins. When entry is difficult (high barriers), existing players can sustain higher profits.

**Factors increasing entry barriers**:
- **Economies of scale**: Large incumbents can produce more cheaply per unit (Costco, Amazon)
- **Capital requirements**: Massive upfront investment required (semiconductor fabs, airlines, telecom networks)
- **Brand identity and customer loyalty**: Strong brands create customer resistance to new entrants (Coca-Cola, Apple)
- **Switching costs**: Customers face costs to change providers (enterprise software, banking)
- **Network effects**: Value increases with number of users (Facebook, Visa, LinkedIn)
- **Proprietary technology**: Patents, trade secrets (pharmaceuticals, Nvidia CUDA)

**Example — Easy entry (low barriers)**: Restaurant industry. Anyone with some capital can open a restaurant. Result: thousands of restaurants compete, most struggle to generate attractive returns.

**Example — Difficult entry (high barriers)**: Commercial aircraft manufacturing. Boeing and Airbus dominate. Massive capital, certification, and technological requirements deter new entrants.

## Force 2: Bargaining Power of Suppliers

**The question**: How much leverage do suppliers have to raise prices or reduce quality?

When suppliers are powerful, they can squeeze industry profitability by charging more or delivering less. When suppliers are weak, industry players keep more of the value.

**Factors increasing supplier power**:
- **Few dominant suppliers**: Supplier concentration above buyer concentration
- **Unique or differentiated inputs**: Few substitutes for the supplier's product
- **High switching costs for buyers**: Moving to alternative suppliers is expensive
- **Supplier's product is critical**: Without it, buyer's product fails
- **Credible forward integration threat**: Supplier can integrate into the buyer's industry
- **Buyer is not important to supplier**: Buyer represents small share of supplier's revenue

**Example — Powerful suppliers**: TSMC in semiconductor manufacturing. TSMC has dominant share of leading-edge chip foundry. Its customers (Apple, NVIDIA, AMD) depend on it and have limited alternatives.

**Example — Weak suppliers**: Car paint suppliers selling to major automakers. Many paint suppliers, commodity-like products, Toyota can switch suppliers readily.

## Force 3: Bargaining Power of Buyers

**The question**: How much leverage do customers have to demand lower prices or better terms?

Powerful buyers squeeze margins. Weak buyers allow suppliers to capture value.

**Factors increasing buyer power**:
- **Buyer concentration**: Few large buyers dominate purchasing
- **High volume purchases**: Each buyer is important to suppliers
- **Low switching costs for buyers**: Can easily change suppliers
- **Price-sensitive buyers**: Product is commoditized or non-differentiated
- **Buyers purchase large portion of supplier's output**: Negotiating power concentrated
- **Credible backward integration threat**: Buyer can build the product themselves
- **Low buyer profitability**: Forces aggressive price negotiation

**Example — Powerful buyers**: Walmart buying from consumer packaged goods companies. Walmart is such a large share of CPG sales that it has significant negotiating power over pricing, packaging, and promotions.

**Example — Weak buyers**: Individual consumers buying iPhones. Apple sets prices; individual buyers have no negotiating power. Apple captures most of the value.

## Force 4: Threat of Substitutes

**The question**: What alternatives exist that could replace the industry's product?

Substitutes limit industry pricing power. When a substitute becomes cheap enough or good enough, customers switch.

**Factors increasing substitute threat**:
- **Relative price-performance of substitute**: Does the substitute deliver similar value at lower cost?
- **Switching costs to substitute**: How much effort to change?
- **Buyer propensity to substitute**: Are customers looking for alternatives?
- **Technological change**: Can substitutes improve rapidly?

**Different from direct competitors**: Substitutes solve the same problem differently. Video streaming (Netflix) substitutes for cable TV but isn't cable TV. Electric vehicles substitute for gasoline cars.

**Example — High substitute threat**: Traditional taxi industry facing Uber/Lyft. Ride-sharing was a substitute that nearly destroyed the taxi business model.

**Example — Low substitute threat**: Patented pharmaceutical drugs during exclusivity period. Generic substitutes exist but can't be sold until patent expires.

**Example — Moderate substitute threat**: Energy utilities. Solar and battery technology are substitutes for grid electricity. The threat is growing but grid electricity remains dominant in most markets.

## Force 5: Rivalry Among Existing Competitors

**The question**: How intense is competition among current industry players?

High rivalry erodes profits. Low rivalry allows profitability.

**Factors increasing rivalry**:
- **Many competitors**: Fragmented industry with no clear leader
- **Similar competitor sizes**: No dominant player to set industry norms
- **Slow industry growth**: Competitors fight for existing customers rather than new ones
- **High fixed costs**: Pressure to use capacity even at low prices (airlines, hotels)
- **Low product differentiation**: Commoditized offerings → price competition
- **Low switching costs**: Customers shop around aggressively
- **Exit barriers**: Unprofitable players stay in the industry rather than leaving (government bailouts, specialized assets)
- **Strategic stakes**: Competitors view success as strategically critical (beyond just profit)

**Example — High rivalry**: US airline industry. Many competitors, low switching costs, high fixed costs, commoditized service. Result: historically low returns on capital.

**Example — Low rivalry**: Visa and Mastercard in card networks. Effectively a duopoly, differentiated brands, high switching costs. Result: high margins.

## Using Porter's Framework for Industry Analysis

**Step 1**: Identify the industry — too broad or too narrow analysis gives misleading results. "Automotive" is too broad; "electric vehicle charging stations" might be too narrow.
