---
Section 1231 gain is the profit from selling certain business property, including real estate, equipment, and other depreciable assets used in a trade or business, that has been held for more than one year. What makes 1231 gain uniquely valuable is its preferential tax treatment: net gains are taxed at long-term capital gains rates (0%, 15%, or 20%), while net losses are fully deductible as ordinary losses. This asymmetry, gains taxed at lower capital rates, losses deductible at higher ordinary rates, is one of the most favourable tax treatments available to business owners and real estate investors.

## What Is Section 1231 Property?

Section 1231 of the Internal Revenue Code covers property used in a trade or business and held for more than one year. This includes:

- **Real property** used in business (commercial buildings, rental properties, farmland)
- **Depreciable personal property** used in business (machinery, equipment, vehicles, computers)
- **Timber, coal, or domestic iron ore** (with special holding period rules)
- **Livestock** used for draft, breeding, dairy, or sporting purposes
- **Unharvested crops** sold with the land

**What Section 1231 does NOT cover**:
- Inventory (sold in the ordinary course of business), taxed as ordinary income
- Property held primarily for sale to customers
- Copyrights and artistic compositions created by the taxpayer
- Short-term assets held one year or less, taxed as ordinary income

## The Section 1231 Netting Process

Each year, all Section 1231 gains and losses are combined ("netted"):

*How Section 1231 gains and losses are netted each year to determine tax treatment.*

**If net result is a GAIN**: The net 1231 gain is taxed at long-term capital gains rates, the same preferential rates as stocks held over a year (0%, 15%, or 20% depending on income level).

**If net result is a LOSS**: The net 1231 loss is an ordinary loss, deductible against ordinary income without the $3,000 annual limitation that applies to capital losses.

**Example**:
- Sold commercial building: $200,000 gain (Section 1231)
- Sold manufacturing equipment: $50,000 loss (Section 1231)
- Net 1231 gain: $150,000 → taxed at 15% (long-term capital gains rate for most taxpayers) = $22,500 tax

Compare to ordinary income treatment at 37% marginal rate: $55,500 tax. The 1231 treatment saves $33,000 in this example.

## The Interaction With Depreciation Recapture

Section 1231 gain is subject to an important override: **depreciation recapture**. The [IRS](https://www.irs.gov/) doesn't allow you to depreciate property (reducing ordinary income) and then later claim the gain from that depreciation as low-taxed capital gain.

**Section 1245 recapture** (personal property, equipment, vehicles): All depreciation previously taken is recaptured as ordinary income when the asset is sold. Only gain above the original cost basis is Section 1231 gain.

**Section 1250 recapture** (real property): For real property, only "additional" depreciation above straight-line is recaptured as ordinary income. However, "unrecaptured Section 1250 gain", the straight-line depreciation taken on real property, is taxed at a special maximum rate of 25%, higher than the 0%/15%/20% rates for other long-term capital gains.

**Example, Equipment sale**:
- Machine purchased for $100,000; $70,000 depreciation taken; adjusted basis = $30,000
- Sold for $80,000
- Section 1245 recapture: $70,000 of depreciation = ordinary income at marginal rate
- Section 1231 gain: $80,000 − $100,000 original cost = $0 (actually a capital gain only if sold above original cost)

**Example, Real estate sale**:
- Building purchased for $500,000; $150,000 straight-line depreciation taken; adjusted basis = $350,000
- Sold for $600,000
- Gain = $250,000
- Unrecaptured Section 1250 gain: $150,000 (depreciation taken) → taxed at max 25%
- Remaining Section 1231 gain: $100,000 → taxed at long-term capital gains rate (15% or 20%)

See our guide on [double-declining depreciation](/blog/depreciation-double-declining-method) for how accelerated depreciation strategies interact with these recapture rules.

## The Section 1231 "Lookback" Rule

There is an important trap: the **five-year lookback rule**. If you had net Section 1231 losses in any of the five preceding years, your current year's net Section 1231 gains are recharacterised as ordinary income to the extent of those prior losses.

![Prior-year Section 1231 losses recharacterize current-year gains as ordinary income until fully recaptured.](data:image/svg+xml,%3Csvg%20xmlns%3D%22http%3A%2F%2Fwww.w3.org%2F2000%2Fsvg%22%20viewBox%3D%220%200%20800%20149%22%20width%3D%22800%22%20height%3D%22149%22%20role%3D%22img%22%3E%3Ctitle%3ETimeline%3C%2Ftitle%3E%3Crect%20width%3D%22100%25%22%20height%3D%22100%25%22%20fill%3D%22%23f8fafc%22%2F%3E%3Cline%20x1%3D%22120%22%20y1%3D%2255%22%20x2%3D%22680%22%20y2%3D%2255%22%20stroke%3D%22%23cbd5e1%22%20stroke-width%3D%223%22%2F%3E%3Ccircle%20cx%3D%22120%22%20cy%3D%2255%22%20r%3D%2224%22%20fill%3D%22white%22%20stroke%3D%22%23cbd5e1%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22120%22%20y%3D%2260%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2215%22%20font-weight%3D%22700%22%20fill%3D%22%230f172a%22%3E1%3C%2Ftext%3E%3Ctext%20x%3D%22120%22%20y%3D%22101%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2212%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3E2021%E2%80%932022%3C%2Ftext%3E%3Ctext%20x%3D%22120%22%20y%3D%22119%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2210%22%20fill%3D%22%2364748b%22%3E%2480k%201231%20losses%20%28ordinar%E2%80%A6%3C%2Ftext%3E%3Ccircle%20cx%3D%22260%22%20cy%3D%2255%22%20r%3D%2224%22%20fill%3D%22white%22%20stroke%3D%22%23cbd5e1%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22260%22%20y%3D%2260%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2215%22%20font-weight%3D%22700%22%20fill%3D%22%230f172a%22%3E2%3C%2Ftext%3E%3Ctext%20x%3D%22260%22%20y%3D%22101%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2212%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3E2023%E2%80%932025%3C%2Ftext%3E%3Ctext%20x%3D%22260%22%20y%3D%22119%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2210%22%20fill%3D%22%2364748b%22%3ENo%201231%20activity%3C%2Ftext%3E%3Ccircle%20cx%3D%22400%22%20cy%3D%2255%22%20r%3D%2224%22%20fill%3D%22%232563eb%22%20stroke%3D%22%232563eb%22%20stroke-width%3D%223%22%2F%3E%3Ctext%20x%3D%22400%22%20y%3D%2260%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2215%22%20font-weight%3D%22700%22%20fill%3D%22white%22%3E3%3C%2Ftext%3E%3Ctext%20x%3D%22400%22%20y%3D%22101%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2212%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3E2026%3C%2Ftext%3E%3Ctext%20x%3D%22400%22%20y%3D%22119%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2210%22%20fill%3D%22%2364748b%22%3E%24120k%201231%20gain%3C%2Ftext%3E%3Ccircle%20cx%3D%22540%22%20cy%3D%2255%22%20r%3D%2224%22%20fill%3D%22white%22%20stroke%3D%22%23cbd5e1%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22540%22%20y%3D%2260%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2215%22%20font-weight%3D%22700%22%20fill%3D%22%230f172a%22%3E4%3C%2Ftext%3E%3Ctext%20x%3D%22540%22%20y%3D%22101%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2212%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3EFirst%20%2480k%3C%2Ftext%3E%3Ctext%20x%3D%22540%22%20y%3D%22119%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2210%22%20fill%3D%22%2364748b%22%3E%E2%86%92%20ordinary%20income%3C%2Ftext%3E%3Ccircle%20cx%3D%22680%22%20cy%3D%2255%22%20r%3D%2224%22%20fill%3D%22white%22%20stroke%3D%22%23cbd5e1%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22680%22%20y%3D%2260%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2215%22%20font-weight%3D%22700%22%20fill%3D%22%230f172a%22%3E5%3C%2Ftext%3E%3Ctext%20x%3D%22680%22%20y%3D%22101%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2212%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3ERemaining%20%2440k%3C%2Ftext%3E%3Ctext%20x%3D%22680%22%20y%3D%22119%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2210%22%20fill%3D%22%2364748b%22%3E%E2%86%92%20capital%20gain%3C%2Ftext%3E%3C%2Fsvg%3E)

*Prior-year Section 1231 losses recharacterize current-year gains as ordinary income until fully recaptured.*

**Why it exists**: Without this rule, taxpayers could strategically harvest 1231 losses in bad years (getting ordinary deductions) and 1231 gains in good years (getting capital gain treatment), essentially having it both ways.

**Example**: You took $80,000 of net Section 1231 losses in 2022 and 2023 (ordinary deductions). In 2026, you have a $120,000 net Section 1231 gain. The first $80,000 is ordinary income (recapturing the prior losses); the remaining $40,000 is a capital gain.

## Section 1231 in Real Estate Investing

Real estate investors frequently encounter Section 1231 because rental properties are Section 1231 property:

- Gain on sale of a rental property held 1+ years = Section 1231 gain (after recapture)
- Loss on sale of a rental property = Section 1231 loss (ordinary deduction, subject to passive activity rules)

Combined with depreciation deductions during ownership and potentially favourable exit treatment, Section 1231 is one of the cornerstones of real estate's tax efficiency. See our guide on [triple net leases](/blog/triple-net-lease) for related real estate investment structures.

## Conclusion

Section 1231 provides business owners and real estate investors with one of tax law's most favourable asymmetries: gains taxed at preferential long-term capital rates, losses deductible as ordinary income. The interaction with depreciation recapture (Sections 1245 and 1250) adds complexity, part of a gain may be ordinary income or taxed at the 25% unrecaptured rate, but the net result is still generally more favourable than pure ordinary income treatment. The five-year lookback rule prevents gaming the system, but careful planning around 1231 dispositions can meaningfully improve after-tax returns.
