stETH (staked Ether) is a liquid staking token issued by Lido Finance that represents Ether staked in Ethereum's Proof of Stake consensus layer. When you deposit ETH into Lido, you receive stETH — a token that earns staking rewards (currently ~3–4% APY) while remaining freely tradeable and usable in DeFi protocols. stETH solved a fundamental problem in Ethereum staking: the 32 ETH minimum and the [illiquidity](/blog/illiquidity) of natively staked positions. Understanding how stETH works is essential for anyone evaluating liquid staking as a yield source or assessing the systemic risks it introduces to the DeFi ecosystem.

## The Problem stETH Solves

Before liquid staking, Ethereum staking had two major barriers:

**Minimum requirement**: Native Ethereum staking requires exactly 32 ETH (~$90,000+ at current prices) to run a validator node. Most retail holders couldn't participate.

**Illiquidity**: Staked ETH was locked — you couldn't access it while earning rewards. Even after Ethereum's Shanghai upgrade enabled withdrawals, there are withdrawal queues that can extend days or weeks during high-demand periods.

Lido's stETH addresses both: any amount of ETH can be staked (even 0.01 ETH), and the resulting stETH can be sold, lent, or used as collateral immediately.

## How stETH Works: The Mechanics

When you deposit ETH into Lido:

*When a user deposits ETH into Lido, it is pooled, distributed to validators, and stETH is minted back to the depositor at a 1:1 ratio.*

1. **ETH is pooled** across thousands of depositors
2. Lido distributes the pooled ETH to a curated set of node operators who run validators
3. You receive **stETH** at a 1:1 ratio — 1 ETH deposited = 1 stETH received
4. Staking rewards accumulate automatically — your stETH balance **increases daily** without any [transaction](/blog/what-is-a-transactions)

**The rebasing mechanism**: Unlike most tokens with fixed supply, stETH uses a **rebasing** model. Every 24 hours, all stETH wallets see their balance increase to reflect accumulated staking rewards. If you hold 10 stETH and the daily reward rate is 0.01%, tomorrow you hold 10.001 stETH.

**Withdrawal**: You can convert stETH back to ETH through Lido's withdrawal mechanism (subject to validator exit queues) or by selling stETH on secondary markets (Curve, Uniswap).

## stETH vs. wstETH

The rebasing nature of stETH creates complexity for DeFi protocols — contracts need to handle fluctuating balances. Lido created **wstETH** (wrapped stETH) to solve this:

![stETH rebases daily (balance grows), while wstETH holds a fixed balance that appreciates in ETH value — making wstETH compatible with more DeFi protocols.](data:image/svg+xml,%3Csvg%20xmlns%3D%22http%3A%2F%2Fwww.w3.org%2F2000%2Fsvg%22%20viewBox%3D%220%200%20800%20210%22%20width%3D%22800%22%20height%3D%22210%22%20role%3D%22img%22%3E%3Ctitle%3EComparison%3C%2Ftitle%3E%3Crect%20width%3D%22100%25%22%20height%3D%22100%25%22%20fill%3D%22%23f8fafc%22%2F%3E%3Ctext%20x%3D%22230%22%20y%3D%2257.5%22%20text-anchor%3D%22end%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3EstETH%3C%2Ftext%3E%3Crect%20x%3D%22240%22%20y%3D%2225%22%20width%3D%2273.25581395348837%22%20height%3D%2255%22%20rx%3D%226%22%20fill%3D%22%232563eb%22%2F%3E%3Ctext%20x%3D%22325.25581395348837%22%20y%3D%2257.5%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22700%22%20fill%3D%22%232563eb%22%3E14%3C%2Ftext%3E%3Ctext%20x%3D%22230%22%20y%3D%22152.5%22%20text-anchor%3D%22end%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3EwstETH%3C%2Ftext%3E%3Crect%20x%3D%22240%22%20y%3D%22120%22%20width%3D%22450%22%20height%3D%2255%22%20rx%3D%226%22%20fill%3D%22%237c3aed%22%2F%3E%3Ctext%20x%3D%22702%22%20y%3D%22152.5%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22700%22%20fill%3D%22%237c3aed%22%3E86%3C%2Ftext%3E%3C%2Fsvg%3E)

*stETH rebases daily (balance grows), while wstETH holds a fixed balance that appreciates in ETH value — making wstETH compatible with more DeFi protocols.*

| Feature | stETH | wstETH |
|---|---|---|
| Balance changes | Yes — increases daily with rewards | No — fixed balance |
| Rewards accrue | Via rebasing (more tokens) | Via appreciation (tokens become worth more ETH) |
| DeFi compatibility | Some protocols don't support rebasing | Broadly compatible |
| Conversion | Wrap/unwrap freely | Same underlying ETH value |

Most DeFi protocols (Aave, Compound, Maker) accept wstETH rather than stETH for this reason. When you use wstETH as collateral, the collateral value appreciates over time as staking rewards accrue — your 1 wstETH is worth progressively more ETH.

## The stETH/ETH Peg

stETH is designed to trade approximately 1:1 with ETH, but it is **not a hard peg** — it's a soft peg maintained by arbitrage:

- If stETH trades below ETH (discount), arbitrageurs buy stETH cheaply and withdraw it to ETH for profit
- If stETH trades above ETH (premium), arbitrageurs deposit ETH to Lido, receive stETH, and sell at the premium

**The June 2022 de-pegging**: During the Celsius/3AC collapse, forced selling of stETH pushed it to a ~6% discount vs ETH. The discount reflected illiquidity risk (withdrawals weren't yet enabled) and contagion from leveraged DeFi positions being liquidated. After Ethereum's Shanghai upgrade in April 2023 enabled withdrawals, the peg stabilised permanently.

**The stETH/ETH spread** is now typically <0.1% in normal markets, representing liquid trading and efficient arbitrage via Lido withdrawals.

## Yield and Risks

**Staking yield**: stETH currently earns approximately 3–4% APY from Ethereum consensus layer rewards and execution layer tips. This rate fluctuates with network activity (higher when more transactions, lower in quiet periods).

*Key risks associated with holding stETH, mapped by likelihood and potential impact on deposited capital.*

**Slashing risk**: Ethereum validators can be "slashed" (penalised) for misbehaviour. Lido distributes this risk across all stETH holders, but a major slashing event would reduce stETH balances. Lido maintains a 5% insurance fund.

**Smart contract risk**: stETH depends on Lido's smart contracts. An exploit could result in loss of deposited ETH. Lido is one of the most audited protocols in DeFi, but smart contract risk is never zero.

**Concentration risk**: Lido controls ~32% of all staked ETH — making it the single largest staking provider. This creates systemic concerns: if Lido's contracts were exploited or its node operators colluded, the impact on Ethereum's security would be significant. The Ethereum community has debated whether Lido's dominance threatens decentralisation.

**Regulatory risk**: stETH and liquid staking tokens face potential regulatory scrutiny as staking-as-a-service. The SEC's actions against exchange-based staking programs may extend to third-party liquid staking.

## stETH in DeFi Strategies

stETH/wstETH is a fundamental building block in Ethereum DeFi:

**Yield enhancement**: Deposit wstETH on Aave to earn staking yield + borrow yield simultaneously. The staking yield often approximates the borrowing cost, creating near-neutral leverage.

**Curve stETH/ETH LP**: Provide liquidity in the Curve stETH-ETH pool to earn trading fees + CRV rewards on top of staking yield. Historically one of the highest quality yield sources in DeFi.

**Collateral for stablecoins**: Use wstETH as collateral on MakerDAO (Sky) to borrow DAI. The staking yield partially offsets the stability fee cost.

**Leveraged staking**: Some protocols allow looping — deposit stETH, borrow ETH against it, buy more stETH, repeat — amplifying staking yield at the cost of [liquidation](/blog/define-liquidation) risk if the stETH/ETH peg breaks.

## Conclusion

stETH is the most successful liquid staking implementation in crypto — it solved Ethereum staking's accessibility and liquidity problems, and its $25B+ TVL makes it a systemic component of the DeFi ecosystem. The rebasing mechanism, the stETH/ETH peg dynamics, and the wstETH wrapper are the key mechanics to understand. The risks — slashing, smart contracts, regulatory scrutiny, and Lido's concentration — are real and require careful evaluation before allocating significant capital.
