If you work at a public tech company, RSUs are probably the largest component of your compensation. Yet many employees don't fully understand what they have, when they actually own it, or how it gets taxed. Here's a complete guide to restricted stock units, from grant to vest to tax.

## What Is an RSU (Restricted Stock Unit)?

A restricted stock unit (RSU) is a form of equity compensation in which an employer grants an employee the right to receive shares of company stock on a future date, contingent on meeting certain conditions, typically continued employment for a specified period.

Unlike stock options (which give you the right to buy shares at a specific price), RSUs are grants of actual shares that will be delivered to you automatically when they vest. You don't pay an exercise price, you simply receive shares upon vesting, which are then taxable income at that point.

## How RSUs Work: The Lifecycle

### 1. Grant Date

*The four stages of an RSU from grant to post-vest capital gains treatment.*

Your employer grants you a specified number of RSUs. The grant specifies:
- **Number of RSUs**: e.g., 10,000 RSUs
- **Grant date**: The date the company makes the grant
- **Vesting schedule**: When RSUs convert to actual shares
- **Vesting conditions**: Typically time-based (service vesting), sometimes performance-based

**Important**: On the grant date, you have a promise of future shares, you don't yet own anything and there's no taxable event.

### 2. Vesting Schedule

RSUs vest over time according to a schedule. Common vesting structures:

**4-year cliff with monthly/quarterly vesting** (most common in tech):
- 25% vests after 1 year (the "cliff")
- Remaining 75% vests monthly or quarterly over the next 3 years

**4-year straight-line**: Equal portions vest each quarter over 4 years, with no cliff.

**1-year cliff**: Used for performance grants or special retention awards.

**Accelerated vesting**: Some agreements include acceleration clauses, if the company is acquired, unvested RSUs may fully vest (single trigger) or vest upon termination after acquisition (double trigger).

### 3. Vesting Event: Tax Happens Here

When RSUs vest, two things happen simultaneously:
1. Shares are delivered to your brokerage account
2. **Taxes are triggered**, the fair market value of vested shares on the vesting date is treated as ordinary income (W-2 compensation), subject to income tax + FICA (Social Security and [Medicare](https://www.medicare.gov/))

**Example**: 1,000 RSUs vest when the stock price is $50/share.
- Ordinary income recognized: 1,000 × $50 = **$50,000**
- Federal income tax + state tax + FICA owed (at marginal rate, often 35–45%+ for tech employees)
- The company typically withholds shares to cover taxes ("share withholding" or "sell to cover")

**Key point**: You owe taxes at vesting whether or not you sell the shares. If the stock drops 50% after vesting but before you sell, you already paid taxes on the higher vest-day value, and you have a capital loss, not additional ordinary income.

### 4. Post-Vesting: Capital Gains Treatment

After the vesting date, your cost basis in the shares is the value on the vest date ($50/share in the example). Any subsequent price movement creates capital gains or losses:

- **Sell immediately at vest**: No capital gain/loss, just ordinary income at vest
- **Hold and sell later at higher price**: Capital gain (long-term if held 12+ months)
- **Hold and sell at lower price**: Capital loss

**Example**: You receive 1,000 shares at $50/vest ($50,000 ordinary income taxed). You hold for 14 months and sell at $70/share.
- Capital gain: ($70 − $50) × 1,000 = $20,000 (long-term capital gain, taxed at 15–20%)
- Total tax: Income tax on $50,000 at vest + capital gains tax on $20,000 gain

## RSU Withholding: How Taxes Are Collected

Companies typically handle RSU tax withholding in one of two ways:

![Three ways companies collect RSU taxes at the vesting event.](data:image/svg+xml,%3Csvg%20xmlns%3D%22http%3A%2F%2Fwww.w3.org%2F2000%2Fsvg%22%20viewBox%3D%220%200%20875%20125%22%20width%3D%22875%22%20height%3D%22125%22%20role%3D%22img%22%3E%3Ctitle%3EFlow%20diagram%3C%2Ftitle%3E%3Crect%20width%3D%22100%25%22%20height%3D%22100%25%22%20fill%3D%22%23f8fafc%22%2F%3E%3Crect%20x%3D%2230%22%20y%3D%2225%22%20width%3D%22170%22%20height%3D%2275%22%20rx%3D%2210%22%20fill%3D%22white%22%20stroke%3D%22%232563eb%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22115%22%20y%3D%2258.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3ERSUs%20Vest%3C%2Ftext%3E%3Ctext%20x%3D%22115%22%20y%3D%2278.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2211%22%20fill%3D%22%2364748b%22%3ETax%20triggered%3C%2Ftext%3E%3Cline%20x1%3D%22205%22%20y1%3D%2262.5%22%20x2%3D%22237%22%20y2%3D%2262.5%22%20stroke%3D%22%2364748b%22%20stroke-width%3D%222%22%2F%3E%3Cpolygon%20points%3D%22244%2C62.5%20235%2C57.5%20235%2C67.5%22%20fill%3D%22%2364748b%22%2F%3E%3Crect%20x%3D%22245%22%20y%3D%2225%22%20width%3D%22170%22%20height%3D%2275%22%20rx%3D%2210%22%20fill%3D%22white%22%20stroke%3D%22%232563eb%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22330%22%20y%3D%2258.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3EWithhold%20Shares%3C%2Ftext%3E%3Ctext%20x%3D%22330%22%20y%3D%2278.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2211%22%20fill%3D%22%2364748b%22%3ENet%20settlement%3C%2Ftext%3E%3Cline%20x1%3D%22420%22%20y1%3D%2262.5%22%20x2%3D%22452%22%20y2%3D%2262.5%22%20stroke%3D%22%2364748b%22%20stroke-width%3D%222%22%2F%3E%3Cpolygon%20points%3D%22459%2C62.5%20450%2C57.5%20450%2C67.5%22%20fill%3D%22%2364748b%22%2F%3E%3Crect%20x%3D%22460%22%20y%3D%2225%22%20width%3D%22170%22%20height%3D%2275%22%20rx%3D%2210%22%20fill%3D%22white%22%20stroke%3D%22%232563eb%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22545%22%20y%3D%2258.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3ESell%20to%20Cover%3C%2Ftext%3E%3Ctext%20x%3D%22545%22%20y%3D%2278.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2211%22%20fill%3D%22%2364748b%22%3EBroker%20sells%20shares%3C%2Ftext%3E%3Cline%20x1%3D%22635%22%20y1%3D%2262.5%22%20x2%3D%22667%22%20y2%3D%2262.5%22%20stroke%3D%22%2364748b%22%20stroke-width%3D%222%22%2F%3E%3Cpolygon%20points%3D%22674%2C62.5%20665%2C57.5%20665%2C67.5%22%20fill%3D%22%2364748b%22%2F%3E%3Crect%20x%3D%22675%22%20y%3D%2225%22%20width%3D%22170%22%20height%3D%2275%22%20rx%3D%2210%22%20fill%3D%22white%22%20stroke%3D%22%232563eb%22%20stroke-width%3D%222%22%2F%3E%3Ctext%20x%3D%22760%22%20y%3D%2258.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2214%22%20font-weight%3D%22600%22%20fill%3D%22%230f172a%22%3ECash%20Payment%3C%2Ftext%3E%3Ctext%20x%3D%22760%22%20y%3D%2278.5%22%20text-anchor%3D%22middle%22%20font-family%3D%22system-ui%2C-apple-system%2Csans-serif%22%20font-size%3D%2211%22%20fill%3D%22%2364748b%22%3EOut-of-pocket%3C%2Ftext%3E%3C%2Fsvg%3E)

*Three ways companies collect RSU taxes at the vesting event.*

**Share withholding (net settlement)**: The company withholds a portion of the vesting shares to cover estimated taxes and delivers the remainder to you. Example: 1,000 shares vest, 350 are withheld for taxes, you receive 650 shares.

**Sell to cover**: The company (or broker) sells just enough vested shares on your behalf to generate cash for taxes.

**Cash payment**: You can sometimes opt to pay taxes from outside cash rather than selling shares, allowing you to keep all vested shares.

Many employees don't realize that standard withholding rates (often 22% federal + state) may be below their actual marginal rate, leaving them with a surprise tax bill in April. If your marginal federal rate is 37%, the standard 22% withholding undercollects by 15 percentage points.

## RSU Grant Negotiation: What Matters

When evaluating an RSU grant offer:

**Grant size**: Total RSUs × current stock price = grant value. Compare to your salary and cash component, what percentage of total comp is equity?

**Vesting schedule cliff**: A 1-year cliff is standard. 2-year cliffs benefit the employer, disadvantaging you if you leave before the cliff.

**Refresh grants**: Will you receive new RSU grants each year? Growing companies often grant annual "refreshes" that effectively replace expired vesting from prior grants.

**Performance conditions**: Performance-based RSUs (PRSUs) have conditions (revenue targets, EPS growth) that can increase or reduce the shares you actually receive. Understand the performance targets and payout curve.

**Post-termination treatment**: What happens to unvested RSUs if you're laid off, fired, or leave voluntarily? Most unvested RSUs are forfeited, but some employers offer partial acceleration for involuntary terminations.

## RSUs at Private Companies

Pre-IPO companies also grant RSUs, but with an important additional hurdle:

**Double trigger vesting**: At private companies, RSUs often have two vesting conditions:
1. Time-based service vesting (standard)
2. Liquidity event trigger (IPO, acquisition)

Without the liquidity trigger, vesting doesn't matter, the shares aren't liquid and recognizing income without liquidity would be impractical. The double trigger means RSUs don't deliver value until (1) you've served the time vesting period AND (2) the company goes public or is acquired.

At companies that remain private for many years, time-vested RSUs may sit idle for a decade before the second trigger ever fires.

## RSU vs. Stock Options vs. ESPP

| Feature | RSU | Stock Option | ESPP |
|---|---|---|---|
| Exercise price | None, free shares | [Strike price](/blog/strike-prices) to pay | Discounted purchase |
| Value at vest | Full share price | Max(0, Price − Strike) | Discount amount |
| Downside risk | Shares can fall (but worth something at vest) | Can expire worthless if underwater | Minimal (discount protected) |
| Tax at vest | Ordinary income on full value | No tax until exercise (ISO) or ordinary income (NSO) | Ordinary income on discount |
| Best for | All-weather; certain value if company survives | High-growth companies where options multiply | Supplement to other comp |

## When RSUs Are Most/Least Valuable

**RSUs are most valuable when**:
- The company's stock is stable or growing
- You can sell immediately at vesting and lock in gains

*How stock trajectory and tax bracket combine to determine RSU value.*

**RSUs are least valuable when**:
- The stock falls significantly between grant and vest
- You're in a high marginal tax bracket (40%+ tax on vest-day value)
- The company is private with no imminent liquidity event

## Conclusion

RSUs are the dominant equity compensation vehicle at public tech companies because they deliver real, predictable value, unlike stock options that can expire worthless. But they come with tax complexity: ordinary income at vest, capital gains or losses post-vest, and potential underwithholding surprises. Understanding your vesting schedule, the tax implications, and whether to hold or sell at vest are the three most important financial decisions you'll make about your RSU compensation.
