# Structured Investment Vehicle (SIV): How They Worked and Why They Failed

Then they collapsed spectacularly, contributing to one of the worst financial crises in history. Understanding SIVs is essential for understanding modern financial risk — and for recognizing similar structures when they reappear.

## What Is a Structured Investment Vehicle?

A structured investment vehicle (SIV) is a type of off-balance-sheet special purpose entity created by banks to hold long-term assets (primarily mortgage-backed securities, CDOs, and other structured finance products) funded by short-term commercial paper.

The basic business model:
- **Borrow short-term** at low interest rates by issuing commercial paper and medium-term notes
- **Invest long-term** in higher-yielding assets like mortgage-backed securities and CDOs
- **Pocket the spread** between the higher yield earned on assets and the lower cost of short-term funding

SIVs were typically created and managed by large banks — Citibank, HSBC, Deutsche Bank, Bear Stearns, and others — but kept off the banks' balance sheets to avoid regulatory capital requirements.

SIVs funded themselves primarily through:

**Asset-backed commercial paper (ABCP)**: Ultra-short-term notes (overnight to 9 months) backed by the SIV's assets. ABCP was sold to money market funds and other cash investors who valued its apparent safety and liquidity.

**Medium-term notes (MTNs)**: Slightly longer-term debt (1–5 years) providing somewhat more stable funding.

**Capital notes**: A small equity-like tranche absorbed first losses (like equity in a traditional company).

### Assets: Long-Term Investments

SIVs typically held:
- Mortgage-backed securities (MBS), including subprime MBS
- Collateralized Debt Obligations (CDOs) and CDO-squared instruments
- Other asset-backed securities (auto loans, student loans, credit card receivables)
- Bank debt and corporate bonds

The assets were typically rated AA or higher by rating agencies — providing the appearance of safety that made ABCP issuance possible.

### The Profitability Mechanism

A typical SIV in 2006:
- Issued ABCP at 5.0% (short-term rates)
- Invested in ABS at 5.5–6.0%
- Net spread: 0.5–1.0% on the entire portfolio
- Leveraged 10–15x → returns on capital of 5–15%

The strategy seemed foolproof in calm markets. The SIV earned a steady spread with apparently low-risk assets. But it depended entirely on two assumptions:
1. ABCP investors would continue to roll over their short-term investments
2. The long-term assets could be sold quickly if needed

Both assumptions were catastrophically wrong.

## Why SIVs Collapsed in 2007–2008

### The Maturity Mismatch

SIVs had extreme **maturity transformation** — borrowing in overnight/short-term markets and owning assets maturing in 5–30 years. This is inherently fragile. If short-term lenders refuse to roll over their paper, the SIV must sell long-term assets to repay them.

### The Liquidity Illusion

SIV managers and their bank sponsors believed the long-term assets could be sold quickly at near-par prices if needed. In calm markets, there was a liquid secondary market for MBS and CDOs. In stressed markets, there was essentially no market.

When questions about subprime mortgage quality emerged in mid-2007, buyers for these assets disappeared almost overnight. Assets that appeared liquid on paper became completely illiquid in practice.

### The ABCP Panic

As news of subprime mortgage problems spread in July–August 2007, ABCP investors — primarily money market funds — became unwilling to roll over their commercial paper. They didn't know which SIVs held toxic assets and which were safe. The rational response was to refuse to lend to any SIV.

This created a **liquidity spiral**:
- ABCP investors refuse to roll over → SIV needs cash to repay maturing paper
- SIV must sell assets → assets available only at steep discounts (if at all)
- Steep asset prices reduce capital cushion → ABCP investors even more unwilling to lend
- Cycle repeats

### Bank Sponsor Rescues

Major banks had provided liquidity facilities to SIVs — backup credit lines the SIV could draw if ABCP markets closed. Banks had believed these would never be drawn. Instead, they were drawn massively.

Citibank was exposed to approximately $80 billion in SIV obligations. HSBC absorbed approximately $45 billion. These bailouts forced banks to recognize the SIV assets on their own balance sheets — suddenly revealing massive hidden exposure to subprime mortgages.

In November 2007, Citibank announced it was bringing its SIV assets onto its balance sheet. This was one of the key events that revealed the true scale of financial system stress in the months before the full crisis.

## The Regulatory Failure: Off-Balance-Sheet Treatment

Under pre-crisis accounting rules (and regulatory capital rules), if the bank sponsor structured the SIV correctly, the assets didn't appear on the bank's balance sheet — and thus didn't require capital reserves.

This was the entire point. Banks created SIVs specifically to hold assets while avoiding the capital requirements that on-balance-sheet holding would trigger.

Regulators — and rating agencies — did not adequately assess the **contingent risk** of liquidity facilities and reputational support that would inevitably bring SIV assets back onto bank balance sheets during stress.

## Legacy and Post-Crisis Reforms

The SIV crisis contributed to:

**[FASB](https://www.fasb.org/) accounting reforms (ASC 810)**: Tightened the rules for when companies must consolidate off-balance-sheet entities. Most structures similar to SIVs now must be consolidated on the sponsoring bank's balance sheet.

**Basel III**: Increased capital requirements for banks; also addressed off-balance-sheet exposures through stricter treatment of liquidity facilities and commitments.

**Money market reform**: After the Reserve Primary Fund "broke the buck" (fell below $1 NAV) due to Lehman Brothers commercial paper exposure in September 2008, the SEC reformed money market fund regulation — including requiring floating NAV for institutional prime funds and imposing liquidity requirements.

SIVs as a distinct structure have essentially disappeared. The regulatory and accounting framework that made them economically attractive (avoiding capital requirements through off-balance-sheet treatment) was eliminated.

## Why SIVs Matter for Investors Today

SIVs are historical artifacts, but the structural vulnerabilities they exposed are perennial:

**Maturity transformation risk**: Any entity that borrows short and lends long is vulnerable to funding market disruption. Banks, money market funds, and shadow banking entities all carry this risk.

**Liquidity illusion**: In calm markets, illiquid assets appear liquid because there are willing buyers. Stress reveals the difference.

**Off-balance-sheet opacity**: When financial entities hold assets and risks off the main balance sheet, true exposures are hidden until crisis forces recognition.

**Rating agency failure**: AAA ratings on SIV assets, on underlying MBS, and on CDOs all proved dramatically wrong. Understanding the limits of credit ratings — and the conflicts of interest in ratings business models — remains essential for fixed income investors.
